[continued]…an academic study by Michael Finke, Ph.D., CFP and Wade Pfau, Ph.D., CFA entitled “The Retirement Income Challenge”, their findings suggest that deferred income annuities can actually reduce the cost of funding your retirement.

Their “monte carlo” style study examines 50 thousand different simulations where couples purchase deferred income annuities 20, 10 and 3 years prior to retirement at age 65. The simulations compare an equity and annuity portfolio to a more traditional equity and bond portfolio. The study, sponsored by Northwestern Mutual, found that the overall cost of retirement was less for couples that moved all or a portion of their bond holdings into annuities.

The paper states that “results show that a product which provides lifetime income can lower the cost of funding retirement by softening the financial blow of a long lifetime or poor market returns. Financial professionals creating a retirement income strategy can reduce the expected costs of funding a retirement income by allocating a portion of their client’s investments to a deferred income annuity, particularly if the retiree is worried about investment risk in the near term or running out of money later in life.”

New Academic Research Finds Deferred Income Annuities Reduce Overall Cost of Funding Retirement

Including a deferred income annuity (DIA) in a retirement portfolio helps reduce the cost of funding retirement while also offsetting risk and providing asset allocation flexibility, according to a new academic paper authored by Michael Finke, Professor and Director of Retirement Planning and Living, Texas Tech University and Wade Pfau, Professor of Retirement Income, American College.

Northwestern Mutual partnered with the professors on the paper that found DIAs:

  • Help to mitigate uncertainty and reduce the cost of retirement –The cost of retirement includes the actual cost of generating a given income in retirement in the face of unknown variables such as longevity and asset returns. When a retirement plan allocates a portion of assets to a DIA, the average cost of retirement is reduced by softening the financial blow of a long lifetime or poor market returns by **guaranteeing a portion of retirement income.
  • Allow investors to take on more equity risk – Setting aside assets before retirement to buy a DIA places a portion of the retirement portfolio into a bond-like asset. With a level of income **guaranteed, individuals can then invest the rest of their assets more aggressively while maintaining the same risk profile.

The research also found that innovative new DIA products provide additional value given the low-interest rate environment as they may allow for potential payout increases over time via dividends, while providing protection against inflation and longevity.

[continued]… insurance institutions are required by state statute to demonstrate to regulatory authorities that dollar-for-dollar a client’s money (premium) is safely on deposit in conservative financial vehicles, such as investment-grade bonds or government bonds and treasuries. In addition, they are required to have reserves, known as additional paid in surplus. The minimum amount of required reserves is decided based on the safety of the investments as determined by state regulators. So, based on these stringent requirements, insurance carriers are scrutinized and compelled by law to meet and maintain a legal reserve for their clients safety.

Additionally, expenses are written off immediately and not capitalized to inflate profits for corporate convenience or worst case, to work a fraud. Most insurance carriers are also publicly traded companies that must also meet GAAP standards.

Annuities are tools. They are acquired because the purchaser has a particular job to be done and is willing to exchange his money for a tool to do that job. In many ways, this exchange transaction is like the purchase of a hammer. The hammer has certain specifications — type and strength of the metal, length of the handle, size of the hammer head — and when purchased from a quality company, often comes with a **guarantee that the product will perform as specified.

The important key to understand about this metaphor is that we generally do not buy a hammer simply because it happens to be cheaper, or lighter, or shinier than any other hand tool in the hardware store. We purchase it because we have a need, for example, to pound a nail into a piece of wood, or anticipate having a need in the future that we want to be prepared for, and we believe that a hammer is the best tool to fulfill that need.

In addition, there are many different situations where we might need a hammer, and each of those situations may call for a different one. Clearly, using a sledgehammer to drive a small nail into your drywall to hang a picture is the wrong tool for the job. Thus, the key in purchasing the right hammer is understanding the need and the job you’re hoping to accomplish with it. Only once you understand the right situation for any particular hammer can you determine whether a hammer is the right tool for the job, and which type you need.

To complete the analogy, the key to decision-making when it comes to annuities is to first understand the problems for which the annuity can represent a solution. Only then can one actually determine whether an annuity is the right tool to solve the problem, and which sort of annuity will best accomplish the task.

According to Kiplinger, only about 8 percent of Americans get any sort of retirement income from private annuities, even though there are some definite benefits to owning one.

The problem might be the misconceptions surrounding them. If you don’t go in with your eyes open, an annuity could be the worst financial decision that you ever made. But if you know what you’re buying and manage it the right way, it’s . Often for life, and sometimes for the life of you or your spouse if one of you dies.

Maybe it’s not a question whether or not, but how to use an annuity.

Mistakes seem to be the real culprit, and not the annuities themselves. It’s been said before. Annuities, and really any retirement financial vehicles, are tools. There’s a right way and a wrong way to approach them.

And here are 5 of the top mistakes that you can avoid:

#1: Ignoring the Costs

Costs vary with annuities, depending on where you buy them. The Motley Fool‘s Todd Campbell ranks this annuity mistake as #1, particularly because it can cost you now, later, and for the life of the annuity.

Annuities are profitable for brokers because the fees are so much higher than other investments, says Campbell. Commissions can be as high as 10 percent, on top of other related expenses. But it’s avoidable if you ask up front and shop around for the best rates. You don’t have to buy an annuity from a broker. Steve Vernon for CBS Money Watch says that you can buy immediate annuities through online annuity shopping services, and variable ones through companies such as Vanguard.

#2 Choosing the Wrong Annuity

You wouldn’t buy a subcompact vehicle if you had 5 kids, and buying the wrong annuity is just as shortsighted. Vernon explains that there are four basic annuity choices: Fixed dollar amount, inflation-adjusted, variable, **guaranteed minimum withdrawal benefit, and **guaranteed lifetime withdrawal benefit.

With each choice comes a set of pros and cons. For example, a fixed-rate annuity gives you a set rate of return. That might sound great until you think about inflation, which this type of annuity doesn’t do. Variable annuities have a variable rate of return, but that means it can go up or down because they’re usually backed by mutual fund^s, says Campbell. Learn as much as you can about your choices before you commit and you won’t have surprises on down the road.

Don’t cheat yourself by taking too much.

#3 Taking Extra Withdrawals

With a **guaranteed annuity, you’ll have a set percentage that you can withdraw, or take in distributions, each year. It might be 5 percent, but you could take more, at least with some annuities, if you wanted to. That’s a bad idea, according to Kiplinger, because it can slash your **guaranteed value.

If you withdraw your set percentage, your **guaranteed annuity value will remain untouched for the life of the annuity. But if you take just a few thousand dollars more than you should, and you only do that once, your **guaranteed value will reduce, and so will all of your future distributions for life.

#4 Not Naming Your Spouse as Beneficiary

If you’re married, a joint-life annuity makes sense for you and your spouse. But you also need to name your spouse as primary beneficiary. There’s a difference, and it can be a major one.

With a joint-life annuity that names an IRA as beneficiary, your spouse would only get the actual value at your death. That’s what you invested, less what’s already been paid to you. With a joint-life annuity that names your spouse as beneficiary, the same regular payments would continue as before, for the rest of your spouse’s life. Depending on when this happens, that could add up to a lot of money.

#5 Not Considering an Annuity At All

Perhaps the biggest annuity mistake is to not evaluate annuities as part of your retirement plan at all.

Like all kids, I couldn’t wait for school to end and summer to arrive. The thing that I looked forward to growing up in New Jersey in the ‘60s was going to day camp. This was an opportunity to meet new friends, swim, and play lots of different sports for two months each year.

One of the activities I enjoyed was tetherball. For those who may not be familiar with this sport, allow me to give you a brief overview. The equipment is simple, consisting of a volleyball hanging from a rope, or tether, that’s attached to a stationary metal pole. Two players stand on opposite sides of the pole, hitting the ball in opposing directions. The game ends when one player wraps the ball all the way around the pole so that it’s stopped by the rope.

Ever since I began specializing in retirement income planning, I’ve seen the tetherball visual surface from time to time. It was inspired recently while I was reading an article, “Advisor Retirement Product Picks Vary By Channel, Survey Says,” in Financial Advisor magazine. The article cited a study by Cogent Research that concluded that the specific retirement income products offered to clients are dependent upon their investment adviser’s particular “channel,” i.e., their bias.

The study found that broker-dealer advisers are far more likely to recommend products offered by insurance companies, such as variable annuities#. Registered investment advisers, or RIAs, on the other hand, lean toward investment products offered by a mutual fund^ company. Finally, the study found that independent and wire-house advisers tend to favor insurance company products.

The average investor isn’t aware of the fact that investment advisers play in different sandboxes, let alone understand the differences between them. Unless it’s explained, which it rarely is, clients aren’t aware of potential limitations of individual retirement-income planning strategies recommended to them by a particular adviser, or of the impact of those limitations on their ability to experience and maintain a successful retirement. The idea of capturing gains when the indexes are doing well and then not suffering any losses when the indexes go negative is particularly appealing to retirees who understand the potential impact of how a negative sequence of returns can impact their entire retirement.

It’s important in comedy. It’s equally if not more important in retirement. In essence, we’re talking about the timing of your retirement and how much you plan to withdraw from your retirement accounts.

Get the timing right and your money is likely to last over the course of your household’s entire retirement. Get the timing wrong and your money, sorry to be the bearer of bad news again, isn’t going to last over the course of your lifetime.

So says Wade Pfau, a professor of retirement income at The American College. In a recent blog post, Pfau ran some numbers, Monte Carlo simulations, to show the effects of what’s called sequence-of-return risk.

In one case, he showed what would happen to 151 hypothetical investors who work and save the same amount for 30 years and get 30 years of market returns, but who differ only in which 30-year period they worked and saved in a 180-year simulated historical time frame.

And what he found was this: Those hypothetical investors could expect to build on average a nest egg equal to 10 times their salary, but the outcome ranged from a little less than three times salary to more than 27 times salary. “These are very different outcomes for people who otherwise behaved exactly the same,” Pfau wrote.

What’s more, Pfau noted that in some cases, the hypothetical investor who retired one year after the one who accumulated 27 times their salary built a nest egg of just 17 times their salary. In other words, there’s a bit of serendipity going here for all us saving for and hoping to live in retirement. And in some cases, investors might miss their chance to reach their savings goal after 30 years, wrote Pfau.

“This is sequence of returns risk,” wrote Pfau. “People are more vulnerable to the returns experienced when their portfolios are larger because a given percentage change has a bigger impact on absolute wealth. A big portfolio drop at the end could possibly wipe out all of the portfolio gains from the first 25 years of one’s career.”

Well, according to Pfau, the same risk exists in retirement, and perhaps even more strongly, if retirees are using a constant inflation-adjusted withdrawal strategy, Pfau wrote. Using Monte Carlo simulations, he showed that for his 151 hypothetical retirees, the actual maximum sustainable withdrawal rates over 30-years ranged anywhere from 1.9% to 10.9% “for reasons beyond one’s control reflected simply by the luck of when they retired.” [Read More…]

A major element of the retirement planning process is calculating the amount of money you need to save in order to live the way you want to during retirement.

Health Care and Long-Term Care

Right now, you may be covered by a health care plan through your employer–many people are. However, most employers don’t continue to carry health care coverage for retired employees. So if you’re planning to retire prior to Medicare’s current coverage age of 65, you definitely need to have a plan in place to pay for other coverage. If you’re in your 20s, 30s, or even 40s now, there’s every possibility your Medicare coverage age will be higher than 65. Plus, even people with Medicare and other health insurance coverage face out-of-pocket medical expenses.

And don’t forget long-term care. There are health conditions related to aging that aren’t covered by health insurance. If you require some form of long-term care to assist you with these health problems, you’ll either need to pay out of pocket or have a long-term care insurance policy.
