Fed Up with Exaggerated Annuity Claims?

There is a saying in the annuity world that annuities are sold, not bought! Yes, at times this may be true, some annuities can be complex and may take more explaining/selling to understand how they can help your retirement planning needs. Some can have moving parts that involve calculations for income and growth and may not be easily understood by the average consumer or investor.

Unfortunately, we hear from people on a daily basis who are considering the purchase of an annuity but don’t fully understand how it actually works. So, is it wise to buy an annuity without fully understanding how it works or just relying on the knowledge or the so-called “sales pitch” from what the salesman/agent decides is a good fit? (We feel “many” annuity sales people are honest and would not intentionally place a client into a position that would be bad for them.) Too often we field calls from people considering an annuity who have only been told a portion of the information needed to make an informed decision. Typically, in this situation, the salesman mainly focuses on the bonus incentive or the attractive “guaranteed roll-up” percentage – not properly explaining that this number “is not interest earned” and only applies to a formula tied to the future income, base account.

The part that really upsets us is when a reasonable consumer starts to ask questions about these “too good to be true” numbers and the salesman says something to this effect, “if you don’t trust me, then we should probably not be working together!” This type of arrogance really gets us steamed. Long Term Care – Annuity and Life Insurance Solutions

Long-term care, growth, and wealth transfer are built into many of today’s annuities and life insurance products, this is sometimes achieved via optional riders that vary in design and cost. Some options are a more complete answer, and some help supplement a potential extended care need. These solutions are accomplished with **guarantees, avoiding uncertainty or stock market risk.

As you may be aware that the indexing portion of the fixed index annuity uses a popular stock index offering potential market upside with absolutely no downside securities market risk, in addition  it can also create a lifetime income and supplement a long term care need by doubling income in many instances! [continued] So how do fixed index annuities work for long-term care? Although there are many differences in these annuities, the basic premise is that the contract allows for growth on one’s money while providing a long term care solution with an easier way to qualify for a long-term care benefit, should it be needed. The annuity chassis is essentially a safer fixed annuity, in that it will help provide safety, growth and a lifetime of income. In addition to that, there is also a long-term care component that can be built into the final annuity contract.
In some cases, the long-term care rider on the account means that the purchase will require some form of medical underwriting for approval. This may entail a health questionnaire and possibly a physical examination.

Once approved, and if long-term care services are needed in the future, initially a portion of the cash account value from the annuity may be used to pay for those long-term care needs. The long-term care coverage in some annuities may be determined based on the amount of coverage that is selected when making application for the annuity.

Depending on the issuing insurance company, the company may offer a payout of between two and three times the initial policy value, typically paid out over two to four additional years after the annuity cash account value is depleted. As an example, if one were to deposit $100,000 into his or her annuity and selected a benefit limit of 300 percent and a four-year long-term care benefit rider, then they would essentially have an additional $200,000 over and above the initial $100,000 deposit that could be used for long-term care expenses––even after the initial $100,000 of annuity policy value was depleted! So in other words, for the $100,000 deposit, one could actually end up with a potential payout for long-term care expenses of $300,000.

Another method is referred to as a Long Term Care Doubler or a Home Health Care Doubler which essentially allows the lifetime income benefit to be doubled for a limited time such as five years or with some annuities for the entire duration of the long term care stay.

Life insurance by far has been one of the most innovative approaches to supplementing or fully covering potential long-term care costs in an affordable way. This is accomplished most notably with an accelerated tax free death benefit made payable to the insured while their still living.

Thanks to the Pension Protection Act of 2006 that became effective in January 2010, one may receive all or some of these long-term care benefits from an annuity payout or an accellerated life insurance death benefit on a tax-free basis. This offers considerably more value than if taxes were incurred on one’s long term care distributions.

  1. Hybrid and fixed index annuities earn market returns with no downside – mostly Lie. They do, in fact, have no downside risk. However, hybrid and fixed index annuities are designed to capture a portion of the market upside while protecting the principal from loss due to poor market performance, but they do not capture all the market returns.
  2. Uncapped index strategies offer unlimited upside potential with no downside – mostly Lie. By it’s definition, uncapped should be unlimited but in this case the uncapped index has other limiting factors. Uncapped indexes typically have some other “braking” mechanism that is designed to hedge against loss – whether it be a volatility control feature that automatically moves to a fixed income option or cash when the volatility formula is triggered. It may also have a spread “fee” or other feature that limits the potential growth.
  3. This annuity has a 7 percent floor or a minimum 7 percent **guarantee – damnable lie! This is the biggest misconception among annuity consumers/researchers that have been “pitched” an annuity. Unfortunately, the seven percent growth **guarantee is not on your cash value – surprise? The seven percent **guarantee is on the formulaic account value used to calculate your future income. Does it have value – Yes. Does it **guarantee a future income amount – Yes. Can you walk away with a lump sum of money in the seven percent **guarantee account – NO WAY.
  4. This variable annuity# cannot lose money – lie. This often comes from the rider feature available on variable annuities# similar to the “lie” mentioned in number four. While variable annuities# can have **guarantees, they do not protect your cash account value.
  5. The State Guaranty Association is the same as the Federal Deposit Insurance Corporation (FDIC) –  lie. The FDIC has the backing of the Federal Government and its credit standing is considered to be the highest possible (I know for some that is debatable) and it is superior to the backing provided by State Guaranty Associations which are tied to each individual state’s department of insurance. Each state has their own coverage limits and different rules and regulations regarding accounts and ownership.

Annuity dreams and contractual realities

Too many annuity purchases are made with the hope that the product really is too good to be true. It’s always best to base your decisions and your expectations only on the **guarantees within the annuity policy.

An annuity in its basic form is a contract between you and the issuing carrier. Spelled out in the policy verbiage is exactly what the annuity will do. Annuity company lawyers and actuaries make sure that you know in writing what you are going to get in a worst-case scenario, which is all you should care about. It’s important to understand the good, the bad, and the limitations of the most popular annuities before buying, so let’s take a look at some of the need to know realities of these often misunderstood strategies.

Separate calculation realities

If you draw a line down the middle of a blank sheet of paper, the left hand side of the ledger for a deferred annuity is what’s called the accumulation value, and the right hand side is the separate benefits (aka: riders) valuation. It’s very important to understand how you can access and use all of these separate calculations, and to be aware of the policy rules that are in place. Unfortunately, I find that this separate calculation confusion is where a lot of the annuity misinformation lies and where the annuity dream most often dies. I have come to the conclusion that the majority of the time, the contractual realities of the annuity always win in the end.

Accumulation value dreams

The accumulation value is what the annuity industry calls the amount within your annuity that you can access lump sum. This is the value that surrender charges would be applied to within a deferred annuity, and the amount you can transfer to another annuity or cash out in full. This is the investment side of the annuity, and the vast majority of annuities sold today are variable and indexed annuities. This is where the annuity dream lives, and definitely where the annuity dream is sold.

Variable Annuities

The accumulation value of a variable annuity# is based on the performance of the separate accounts (aka: mutual fund^s) offered by the specific product. Each carrier and each variable annuity# have different mutual fund^ choices, and usually have restrictions on how much you can switch between funds. Valuations can go up and down, and your accumulation value is only as good as the management of the separate accounts. The dream of growth can also be affected by high annual fees and limited fund choices. Many carriers also limit these investment choices if additional benefits or riders are added to the policy.

Because of the dream of market returns, most variable annuities# have lower contractual benefits and **guarantees than their fixed annuity cousins. Regardless of this fact, the vast majority of annuities sold today are variable because people want to have their cake (supposed unlimited upside) and eat it too (some contractual **guarantees). It will be interesting to see how the next market downturn realities affect the dreams that were purchased.

Indexed Annuities

Fixed-index annuities (aka: equity-indexed annuities) base their return on a call option on an index, usually the Standard & Poor’s 500 Index. Indexed annuities were actually designed to compete with CD returns, so it really can’t be included or rationally considered from a market return standpoint. The good news about an indexed annuity is that it is a fixed annuity, which means that your principal is protected. In addition, gains (if any) are locked in on an annual basis and typically on the contract anniversary date. Rather, an advisor should focus on his or her own merits and ability to benefit a client or prospective client. I would wager that everyone has used the phrase “You get what you pay for” in describing a less than desirable outcome after choosing some type of less expensive option. However, can the same axiom be used when considering annuities? Of course the answer is YES… and occasionally NO.

Surrender costs or penalties, annuity fees and commissions on annuities are universal aspects and much maligned. No one wants to pay high penalties, fees, or commissions! If you have properly allocated and designed your portfolio, you never should need to worry about paying surrender charges or penalties. Annuities are primarily designed to be long term retirement instruments. Owning an annuity for income or safer portfolio growth in retirement should be considered a longer term commitment – after all, most retirees will be in retirement and need income for 20 to 30 years or more. Typically, the longer the commitment, the higher the caps; and participation rates for growth and the benefits tend to be richer than the shorter surrender term products. It is almost a universal truth that all insurance companies will give a greater benefit to an annuity with a longer surrender period than to one with a shorter surrender. However, company A’s shorter term annuity may be superior to company B’s longer term annuity offering. Hence, it is important to compare.

The vast majority of fixed, immediate and fixed index annuities have a no fee version; however, the no fee version may not offer the same level of **guaranteed benefits such as additional riders which provide for lifetime income without annuitization or provide long term care income, if needed. When you decide to accept a fee, it is to obtain a corresponding benefit. Not every company will value their benefits at the same level. So, the range of fees across similar annuities can vary substantially.

Many times, the fees charged for riders will be the same for all annuities offered by a single company. For example, company A charges .60% for their income rider on their Super Annuity 7-year product and they charge the same .60% for their Super Annuity with a 10-year surrender schedule.

As you consider annuities, should you be fee aware? YES. Ultimately, you may decide that it is worth paying a somewhat higher fee in exchange for a needed benefit – such as a greater income or better growth potential or to have a long term care supplement.

However, studies indicate that most annuity owners soon lose their emotional attachment once their income payments begin.

Knowing the type of annuity that can best reduce the fear of running out of money in retirement for each person is specific to each individual, and situation, and sometimes the correct answer is no annuity – while for others, it can be a combinations of annuities. Americans Are Bad at Guessing How Long They’ll Live

One of the great economic challenges facing both policy makers and individuals is figuring out how to plan and pay for retirement. The challenge is that nobody knows, least of all people themselves, how long they’re going to live.

In 1992, researchers at the University of Michigan‘s Health and Retirement Study began asking people in their late 50s to estimate their odds of living to the age of 75, and have followed them since. New research, being presented today at the Brookings Institution, shows just how poor a job those initial respondents have done.

Among the people who thought they had no chance of living to age 75 (presumably, a group in very bad health in their late 50s), nearly half of them–49%–actually reached the age of 75.

Among people who gave themselves 50-50 odds, a full 75% actually lived to age 75. In fact, aside from people who gave themselves 90% or 100% odds of living to age 75, nearly everyone was too pessimistic about their chances. (Though people who give themselves 100% odds aren’t being terribly realistic.)

Those differences may indicate heightened consumer protections in some states, which limit options; while other states are willing to allow more benefits and growth potential. There are annuities in some states that have long-term care riders and other provisions that are “either prohibited or too expensive” due to regulations, yet, other states keep them available and affordable! (Go figure?)

Some key aspects which differ by state are the use of market value adjustments, free-look provisions, the coverage provided by each states **guaranty association, and the levy of a premium tax.

The least well-known of these is probably the use of a premium tax in six states that impose a tax on income when you purchase an immediate annuity or annuitize a deferred annuity. This tax ranges from one to three and a half percent. So, annuitants in a state with a two percent tax will receive two percent less in income than those who obtain their annuity in a state without any premium tax.

Each state has very specific regulations which impact the design and function of the annuities approved for purchase in that particular state.

The next question that usually comes up is: Can I purchase an annuity in another state that is more beneficial? The answer is “maybe”. Typically, you can only purchase an annuity that has been approved for the state you are living in; however. if you happen to have homes  in multiple  states, you can legitimately purchase an annuity when you are at either locations. Regulations prohibit you from being able to purchase an annuity in a state if the only reason you had for being there was to buy the annuity. (It might be the time to “rent that beat up vacation trailer-home you have always NEVER dreamed of”. Lol)

Beware state premium taxes on annuities

Under-the-radar taxes pose big planning challenges for financial advisers

Don’t be alarmed, but did you know that a handful of states slap premium taxes on carriers for annuities — and that some of that expense is being passed onto clients?

The practice has been ongoing for years, but it’s largely been taking place under clients’ noses. It’s modeled into the quote investors receive.

It’s not all that different from the tax nearly all states currently levy on life insurance premiums — and that’s been going on since the 1800s, according to Leonard Wright, a certified public accountant and personal finance specialist.

There are currently eight jurisdictions that apply state premium taxes to clients’ deposits into annuity contracts: California, Florida, Maine, Nevada, Puerto Rico, South Dakota, West Virginia and Wyoming. The tax applies based on the residence of the buyer.

“Life insurers aren’t taxed on net income but on the gross premiums in each state,” said Jim Hall, regional vice president at the American Council of Life Insurers, an industry advocacy group. “The annuity tax works like a premium tax on the gross amount received.”

Naturally, life insurance and annuities are priced with the expectation that the state in which the client resides will take its slice of the premium dollars. This way, the company pays the tax and the expense is subsequently deducted from the client.

Rates for non-qualified annuities, according to the ACLI, include: California: 2.35%; Florida: 1%; Maine: 2%; Nevada 3.5%; Puerto Rico: 1%; South Dakota: 1.25%; West Virginia 1% and Wyoming: 1%.

For qualified annuities, California taxes insurers at a 0.5% rate. In Florida, Puerto Rico and West Virginia, they are taxed at 1%. The remaining jurisdictions — Maine, Nevada, South Dakota and Wyoming — do not tax qualified annuities.

In Florida, insurers are exempt from the annuity premium tax if they can show that they’ve passed the savings onto the policyholders in that state.

The extent to which an insurer passes the expense tied to the premium tax to the client varies from one insurer to another. Some companies pass on the full tax amount to the client. read More at Investment News
