[continued]…a “lost decade” of growth in the stock market – that has now also been coupled with more than a decade of bank interest rates from about zero to 2-percent.

Much has been written about safe withdrawal rates in retirement and how our recent prolonged low-interest rate period could impact retirees ability to safely pull money out of accounts at what many financial planners had mostly considered safe levels. Nobody likes to visualize the prospect of outliving their money, but is living a retirement based upon disciplined austerity the best answer? That is why many have turned to annuities with a portion of their retirement savings, so they have at least a foundational **guarantee of income above the three to four percent rule for a lifetime of that is more generous.

No two planning cases are the same; and for some clients having one million dollars available — combined with their pension, and social security income with low living expenses – will mean not having to worry about running out of money during their lifetime. For another client with the same assets and income but higher living expenses, it may mean a lifestyle change or working longer. There are literally dozens of factors that can impact retirement and preparing for all the contingencies is impossible. However, it is possible to prepare for the most probable scenarios and utilize conservative assumptions to formulate the best possible plan for a safe retirement.

$1 million is no longer enough to retire on

You have to get rich these days just to finance a comfortable retirement.

That’s the conclusion financial advisors are increasingly coming around to, as they gauge the direction of the economy in a strange new world of glacial growth and super-low interest rates. “Twenty years ago, someone with a million bucks would have said, ‘that’s great, I can draw down $100,000 a year, I’ll be just fine,’” Jim McCaughan, CEO of Principal Global Investors, tells me in the video above. “But now, with very low rates, the problem of funding a retirement is much more difficult.”

Retirees don’t need to be told that low rates have cut sharply into the returns on fixed-income investments. But they may need to rethink how to prepare for what might happen in the future. Many investors are waiting for interest rates to go back up, once the Federal Reserve starts hiking short-term rates later this year or early next year. Meanwhile, the Fed is gradually winding down its vast “quantitative easing” program, which deliberately forced down long-term rates. So as that pressure eases, rates ought to go back up. Right?

Maybe not. McCaughan argues that we’ll be in a low-rate environment for much longer than many people expect, for a couple of basic reasons. First, an aging population means the demand for low-risk bonds will rise, pushing up prices but pulling down yields. Second, there’s been a growing gap between global demand and global production capacity, which will keep a lid on prices of most things for the foreseeable future. Low inflation usually coincides with low-interest rates.

There’s nothing magical (or scientific) about $1 million as a goal for retirement savings. As a round benchmark, however, it’s been in the ballpark for a couple hoping to retire comfortably. A $1 million principal will generate $60,000 per year in income if the portfolio’s return is 6%, and $40,000 per year at 4%. The amount you need to live on, of course, depends on many factors, including the cost of living where you reside, healthcare expenses, how much you travel and how long you live.

But if rates remain in the low range they’re in now—with 10-year Treasury rates well below 3%, say—it will change the math of retirement planning. During most of the baby boomers’ working lives, it was reasonable to expect annual returns of 6% to 10% on a retirement portfolio, without taking much risk. Add Social Security and other pension payments, and a $1 million nest egg was more than adequate for most people. [Read More…]

As long as you’ve been saving for retirement, you’ve had your eye on “the number”: the amount you need to save to get by. But once you decide to quit, there’s another number you need to know—how much you plan on spending each month, and which retirement account it’s going to come from.

Welcome to “decumulation,” the process of unwinding the investments you’ve worked so hard to pile up over the course of your career.

How you spend your retirement accounts is as important as how you built them, and is subject to much the same forces that shaped your savings decisions: income, risk, and taxes. “You’ve got this dance between these three things,” said Jennifer Landon, president of Journey Financial Services in Idaho Falls, Idaho.

But compared to the relatively straightforward process of saving, decumulating, to paraphrase the old saw about Ginger Rogers’ dancing skills, can be like dancing backward, with higher stakes.

Traditionally, everyone’s decumulation number was 4 percent — the percentage of your nest egg you could access each year and still stay flush. “With interest rates at an all-time low and volatility at an all-time high, the 4-percent rule no longer applies,” said Landon.

In any environment, retirement can be disorienting. “People accumulate money in these different buckets—IRAs, 401(k)s, Social Security, securities—but they don’t know how to transition from saving mode to ‘Boom, we’re retired,'” said Bill Smith, president of W.A. Smith Financial Group, near Cleveland.

Having a firm idea of how much you expect to spend will help determine how much money you will have to tap, which funds you’ll tap, and in which order. (Not incidentally, it will also give you an idea if you really have enough money set aside.) “Knowing your number is critical,” Smith said.

Your decumulation number is actually two numbers put together: your basic expenses for shelter, food, utilities and other routine bills, and what Smith calls “joy expenses”: the money you need to travel, pursue your hobbies and generally find fulfillment. Financial advisors are often surprised at how few clients have even a ballpark idea of their number as they approach retirement.

Once you have your expenses figured out, you match them against the income streams that come to you as fixed payments—a defined-benefit pension, your Social Security benefits (if you’re taking them immediately), and other cash flow, like installments from the sale of a business. My husband and I have nearly $1.5 million in savings and are nearing retirement, although he has some health issues that may force him to retire sooner than we’d hoped. We like the plan our adviser has put together for us, but we’re unsure of the markets and are considering using some of our savings to buy an annuity for guaranteed income. Our financial adviser says we’re fine without an annuity, but we’re still unsure since neither of us will receive a pension. What do you think? — M.C.If the combination of reasonable withdrawals from your nest egg plus Social Security will safely generate all the retirement income you’ll need, then your adviser’s assessment that an annuity is unnecessary may very well be on target.Then again, I know that some advisers just don’t like annuities, period. It may be because they’re wary of the fees associated with certain annuities or they don’t want to tie up a client’s money in one. Maybe they know that diverting assets to an annuity means a smaller nest egg for them to manage (and thus lower annual management fees). Or they may have other objections.

Truth is, there are any number of reasons an adviser may or may not recommend including an annuity in one’s retirement income plan some of them totally valid, others more questionable. And I don’t know enough about the particulars of your situation or your adviser’s motivation to say whether I concur with the recommendation to pass on an annuity.

But I do know this: You and your husband are apparently concerned enough about whether you’ll have enough guaranteed income in retirement to make you feel comfortable and secure that you raised the issue with your adviser. To me, that warrants more than a “You’re fine” response.

Ideally, your adviser should lay out several options for creating retirement income and run the numbers for each of them. After all, if you’re paying an adviser for advice, I don’t think it’s asking too much that he be comprehensive and show you a variety of ways you may be able to satisfy your needs.

So, for example, one option is to show you how much income the combination of Social Security plus your nest egg might generate (and how long that income stream might last) based on different withdrawal rates from your savings and how the adviser divvies up your retirement portfolio between stocks and bonds. (I assume your adviser is already proposing some version of this plan.)

Your adviser could then compare that strategy to other options, such as devoting not all, but a portion of your nest egg to an immediate annuity, a type of annuity that in return for a lump sum of cash guarantees monthly payments for the rest of your life. Your adviser could also show you how much income you might generate by using a smaller portion of your savings to buy a longevity annuity, a type of annuity that doesn’t begin making payments until sometime the future, say, 10 or 20 years from now.

For this approach to work, however, the adviser needs to take the time not just to develop these different scenarios, but to guide you through the pros and cons of each alternative and then help you come to an informed decision that addresses not just your financial needs, but your need for peace of mind in retirement. The key phrase here is “informed decision.” This shouldn’t be an exercise where the adviser goes through the motions of laying out alternatives or presents them in way that simply leads you to the option he prefers (or that puts his interests ahead of yours.)

Annuity sales are exploding higher as retirees look to lock up **guaranteed lifetime income in an environment where fewer folks leaving the workplace have a traditional pension. In a sign of wise planning, easy-to-understand basic income annuities are among the fastest growing of these insurance products.

In all, net annuity sales reached $56.1 billion in the first quarter—up 13% from a year earlier, based on data reported by Beacon Research and Morningstar. Variable annuities, often seen more as a tax-smart investing supplement for the wealthy than a vehicle for lifetime income, account for most of the market. These annuities, which essentially let you invest in mutual fund^s with some insurance **guarantees, saw first-quarter net sales of $33.5 billion—down slightly from a year ago.

Meanwhile, net sales of fixed annuities, which offer more certain returns, surged to levels last seen in the rush to safety at the height of the Great Recession—totaling $22.6 billion for the quarter. Fixed annuities come in simple and complex varieties—those indexed to the stock market can be confusing and laden with fees. But the subset known as income annuities—the most basic and straightforward of the lot—grew at a 50% clip versus 44% for the index variety.

Basic income annuities, also known as immediate annuities, remain a tiny portion of the overall $2.6 trillion annuity market. Yet they are what most investors think of when they ponder buying an income stream. With an immediate annuity you plunk down cash and begin receiving pre-set over a period of, say, 10 or 20 years, or life. …create extreme anxiety and sleepless nights. For near retirees who have enjoyed the recent bull market run and feel positive about their ability to fund a comfortable retirement. Now may be a great time to secure that retirement by protecting some of those gains.

In 2008 and 2009, we spoke with numerous pre-retirees who were distraught because their retirement plans were decimated when their IRAs and 401ks lost 20-50% over the course of just a few months. Discussions went from talking about traveling and spending time with family to serious deliberations about working longer and downsizing homes. Now, does volatility of this level imply that a correction or bear market is imminent? We are not so bold as to predict it; but would it be nice to not  have to worry about it at all?

Some of the best conversations we have ever had were with clients who had allocated a portion of their portfolios to annuities in 2007. [continued]…retired – yet are now fearful that due to “unfunded pension liabilities”, they may not receive the benefits they worked so long to achieve and now feel forced to take an unfair lump sum buyout.

Pensions are **guaranteed nationally by the Pension Benefit Guaranty Corporation (PGBC) and they help advise employees impacted by lost or failing plans. It should be noted that most pensioners receive their full benefits even when they are administered by the PGBC. So, why the concern? The PGBC is currently running over a 60 billion dollar deficit due to the number of recent bankruptcies. Congress is expected to try and close the gap by increasing the premiums due to the PGBC, which are charged on a per participant basis; however, many suspect that increases in those premiums will just continue to increase the number of companies dropping pension plans and programs altogether.

So, what happens when a solvent company wants to drop their pension program? The company typically has two options; they can offload the liabilities of the pensions to an insurance carrier to fulfill the obligation or they can offer a lump sum payment that covers pensioner’s benefit.

Just because you are offered a buyout does not mean you should jump at the option solely because of the risk of the entire system. Most pension benefits are “richer” than what is typically available from an insurance company issuing a new annuity in the commercial market. Thus, when you are offered a buyout, you have to examine the whole package and ask yourself a number of questions, such as;

  • What are the benefits offered versus what is available commercially?
  • What is the financial status of my company’s pension fund and why are they offering a buyout?
  • Do I need additional benefits for my family or spouse not covered under my existing plan?
  • What happens if the PBGC takes over my benefit?
  • When do I need the money?
  • Would I rather have more flexibility and manage my own money with securities, or annuities, or both?
  • Do I want a benefit/lump sum that could be passed onto my heirs? (Especially if you have a short life expectancy due to health)

If you determine that accepting a buyout is the best move, you still have the option of purchasing a level or increasing  now or in the future from an insurance company. We believe that highly rated insurance companies offer a higher degree of safety and stability than most financial instruments offer due to the high level of assets and reserves they are required to maintain. Also, with annuities, you have a number of options available that allow for income **guarantees combined with the flexibility of still maintaining full control over the majority of your dollars at all times.

In summary, if you are offered a buyout, take the time to carefully consider your options so that you can make the best decision possible. It would be wise to consult an advisor with experience and expertise who can help you carefully balance all the possible pluses and minuses prior to taking a lump sum buyout.

How you decide to take this endangered asset may be crucial to a secure retirement.

Fretting about how to manage your pension is like complaining about the cost of winterizing your beach house. Lots of people would love to have your problem.

Only about 18% of private-industry workers have a defined-benefit pension. Less than one-fourth of Fortune 500 companies offered a defined-benefit plan to new employees at the end of 2013, down from 60% in 1998, according to Towers Watson, the human resources consulting firm. The number is much larger for public-sector workers; about 80% of them have a traditional pension.

If you’re eligible for a traditional pension, you’ll be faced with important decisions that could affect your financial security, and they’re usually irrevocable. That means when you retire, you’ll need to do more than turn in your security badge and wait for the monthly checks to roll in.

Backing away from defined benefits

The move away from traditional pensions reflects several trends. Employees are living longer, which increases the cost of providing a lifetime monthly payment. Low interest rates have reduced pension funds’ investment returns, requiring com­panies to put more money into their plans to avoid a shortfall. Government regulations designed to protect pension participants have increased the cost of offering and maintaining defined-benefit plans. Finally, companies used to view pensions as a way to attract and retain good employees. But these days, a benefit that rewards longevity is a lot less valuable because workers change jobs every 4.6 years, on average, according to the Bureau of Labor Statistics.

Even if you’re among the minority of private-sector workers covered by a pension, you’re not immune from efforts to reduce pension costs. AT&T, Boeing and IBM have joined other companies with big pension obligations in switching to a cash-balance plan. These hybrid plans combine features of a 401(k) and a traditional pension. Benefits from a traditional pension are typically based on a participant’s salary during the final years of employment, but with a cash-balance plan, benefits are accrued evenly over time. When a company converts, participants are usually entitled to the benefits they’ve earned to date under the traditional formula, with future benefits based on the cash-balance calculation. For longtime employees, the shift can result in a big cut in benefits.

Other companies have frozen pension benefits. The number of plans with frozen benefits rose from 10% in 2003 to 32% in 2011, according to Russell Research, a financial research firm based in East Rutherford, N.J. Many companies have cushioned a pension freeze by providing higher contributions to workers’ 401(k) plans. That could pay off for young workers who haven’t accrued much in the way of pension benefits, but a freeze can be costly for mid-career workers. Their future raises and years of service won’t be factored into their pension, and they’ll have less time to make up the difference by contributing to a 401(k), even if it comes with a generous employer match.

In the past, pension participants could count on the payouts they were promised once they started receiving benefits, but that’s changing, too. A new law allows multi-employer pension plans to cut benefits for current and retired workers. These plans typically provide coverage for union members who work for different companies, usually in the construction, manufacturing and trucking industries. Because of a decline in employment in those sectors, the plans have come under severe financial stress. In October, the Central States Pension Fund, a multi-employer plan that covers more than 400,000 participants, proposed cutting its benefits by an average of 22%. Some retirees will see their benefits cut by up to 60%.

A nice problem to have

Carin Hoch, 58, vice president of real estate for NuStar Energy in San Antonio, vividly recalls a meeting she and her husband, Ron, had about five years ago with their financial adviser to discuss financing a retirement home. After reviewing their salaries, retirement savings and other assets, the adviser turned to Ron and said, “She’s a keeper.” The reason: Hoch will retire with a traditional pension.

Hoch hasn’t decided whether she’ll take her pension as lifetime payouts or a lump sum when she retires. The Hochs have other sources of retirement income, including 401(k) plans, but having a pension in the mix has given them options they wouldn’t otherwise have. It has made it possible for Ron to retire at age 59 so that he can help care for Carin’s father, who is 93. It will allow Carin to retire in four to six years. It even helped them get a lower interest rate on the mortgage for their retirement home because it showed “financial stability.”

The couple plan to use the income from Carin’s pension and Social Security to pay for their living expenses. They’ll spend money from their 401(k) plans on travel and other discretionary items. Considering what can happen in the stock market, Carin says, having a pension “really gives us a comfort zone.”

Not only that, but retirees like the Hochs can invest money in their retirement accounts and other savings more aggressively, which offers the potential for higher returns. A monthly annuity payment “is like a bond portfolio,” says Charles Sachs, a certified financial planner in Miami. “You can buy riskier assets because you have this cushion of dollars coming in.”

Lump sum versus lifetime payout. If, like Hoch, you’re covered by a pension, this decision may be the most important one you’ll face when you retire. As employers look for ways to rid themselves of costly pension liabilities, they’re increasingly offering to pay departing employees a lump sum in lieu of a lifetime annuity payout. Figuring out which option is right for you will depend on a number of factors, ranging from the size of the lump sum to how long you expect to live.

There is an old saying that goes – “there is nothing **guaranteed in this life other than death, annuities and taxes.”

Well, that might not be exactly how it goes, but you definitely cannot put pensions on the **guaranteed list anymore.

In Illinois we have just passed pension reform in the legislature. Pension reform sounds nice, but what it translates into for retired state employees is not so nice; and for those retirees, it means losing promised relied upon income and benefits.

However, that may end up being minor compared to the impact of the bankruptcy Detroit is facing. This may lead to an avalanche of bankruptcies as cities and municipalities try to find a means to deal with their bloated deficits based on under-funded pension liabilities.

What does this mean for pensioners in these systems? We’re wagering it will mean at the very least reduced substantially benefits and incomes – driving many towards increased participation in annuities.

Why more annuity participation?

In an era of deficits and reducing benefits, people want safety and **guarantees – contractual **guarantees that will stand up in a court of law not easily broken legislative promises.  Annuities can provide a degree of income certainty as the public sector debates the benefits of programs like Social Security and Medicare.

Annuities offered by solid companies can help all of us weather these turbulent economic times to create a stable foundational income – for life. Will an annuity be required for the successful retirement of the future? Who knows? We do know, however, that studies continue to show that annuity owners have a greater probability of having enough income throughout retirement than those who do not.

Detroit eligible for nation’s largest municipal bankruptcy filing, federal judge rules

A federal bankruptcy judge granted Detroit unprecedented powers Tuesday to shed billions of dollars in debt, including the ability to slash city employee pensions despite a state constitutional provision protecting them.

In approving the nation’s ­largest-ever municipal filing, Judge Steven Rhodes cleared the way for Detroit’s emergency manager to develop a plan to reorganize the city’s estimated $18 billion in debt. Beyond cutting worker pensions and retiree health benefits, the city could stiff bondholders and sell city assets such as its water and sewer authority and its priceless art collection.

Municipal bankruptcy experts called particular attention to Rhodes’s decision to allow pensions to be put on the chopping block. Some said the move would set a precedent for future municipal bankruptcies. And unions vowed to appeal the decision.

“This is the first opinion of its kind where a bankruptcy court has directly expressed the view that the supremacy of U.S. bankruptcy laws trumps state constitutional protections of public pension holders,” (emphasis added) said Mark S. Kaufman, senior partner at McKenna, Long & Aldridge, an Atlanta law firm. “The implications of that decision are significant not only to Detroit but also potentially to other cities gauging their level of fiscal distress and how to deal with it.” [Read More…]

Eric: Hi, I’m Eric.

Eric: You think we’re going get in trouble with the topic today, Dick.
Dick: Well, there’s a little pun intended there. We’re talking about saving your ass-ets… or your proverbial rear end.
Eric: And the reason that the topic came up is because it’s kind of forefront in the news right now.
Dick: It is.
Eric: … looking at what’s going on around…
Dick: Well, Detroit what’s got us going, the ruling.
Eric: Detroit and Illinois because…
Dick: Well, we’re falling apart in Illinois.
Eric: We’re close to home here… the pension reform meaning we’re going to take some..
Dick: We’re going to take some of what we promised you back. And that ruling in Detroit by the judge just recently said in essence “folks, your out a lot.”
Eric: Your pension benefits may not be what was **guaranteed. Now, they said what I think they technically said is “the amount we promised you is not **guaranteed.
Dick: So, imagine that. I mean what does that throw into question Eric?
Eric: Well, and that’s… for me it throws into question that I was promised as a retiree. If I’m **guaranteed or I think I’m
**guaranteed of a lifetime pension from the company I work or the municipality that i work for, what does that mean about what’s on the table right now as far as **guarantees from that side of it?
Dick: Exactly.
Eric: And as a planner, it’s also got me feeling a little bit disconcern because we work with people. A lot of times we start with – what are you receiving from Social Security? What are you receiving from pension? And if all these things that we think are **guarantees that we’re basing the future income on, are all of a sudden on the table as far as reductions without any consultation of the person getting reduced, then there’s a lot of this concerns going on.
Dick: So many times folks you come to Eric and I through the website or when we work with the local client, it’s kind of a plan A – how can we establish that income, set it up for that income shortfall, or that need in retirement. But more and more, it’s becoming about the plan B – and that is we can’t rely on our pensions, we can’t rely on our social security. Many times – even the private pensions – they’re offering the lumpsums, the buy outs…
Eric: GM , Ford…  we’ve had a lot of conversations with folks in those areas that have said “hey, I’ve got a choice of taking this or this.” Well, for those guys, I’m a lot more comfortable now because Ford and MGM got out of the pension business. They decided “let’s give it to a professional that can manage it” and Detroit says “do you want to take the dollars yourself and manage them, maybe with the assistance of an annuity or let a real annuity manage it?” So, I feel better for those folks now
than I did when Ford and GM are managing their own pensions.
Dick: When we look at the traditional 401K and IRA, and what people are left with and their own savings to plan their future, their retirement; the actual, according to the Dal Bar studies and different studies out there, the average investor doesn’t pay so well. So to really literally rely on the markets to carry you through retirement, most folks are coming or have come to the conclusion that “I can’t do that.” So what they’re doing is they are looking at that fallback position “what can get me through my retirement years?” And amazingly, annuities, which had been there for hundreds of years proven track record come back to the forefront.. it’s like “hey, this is what I’m looking at, this is what I believe is what I need.”
Eric: Well, and I know studies out there that show for the highest degree of success or the likelihood of success and having enough income in retirement, having an annuity as a piece of that retirement increases that level of success…
Dick: Dramatically. I mean you go from like a seventy-three or seventy-five percent success rate with the stocks and bonds I think was an ibids to study we were looking at a while back to a ninety-nine percent success rate; and that means a lot to folks. I mean, the thought of being one out five or one out of four that fails; when you’ve saved these assets all your life and you have to have them to carry you through.
Eric: We talk about protecting the foundational aspects of income with pension, Social Security, and annuity; well, it may be reversed now that we start talking about what kind of an annuity do you need to have to protect your income in the future, then we’ll add on that pension and social security, and hope that that cost of living still stays in place.
Dick: Well… and that does become that plan B. And for many folks that have got plan A in place that will work well if everything holds together, it’s what do I do for my plan B – because I don’t know. And we have actually sat down with clients and they’ve like look… “I don t even want to consider social security. I don’t want to consider this. I wanna look at what I can do for myself. And that I’m going to look at as the gravy.” Now, we take a more middle-of-the-road view than that but that plan B is becoming more and more important. And so folks, you might be thinking some of those same thoughts and you’re not alone because it is a real concern.
Eric: Yes. Alright. We’ll Dick, in summary here, if we’re saying yes annuities can saveour assets…
Dick: Yes.
Eric: What would we say are the kind of primary reasons why we would rely on annuities?
Dick: Well, first of all Eric, its safety. They’re very, very safe. You can rely on an annuity for future income; lifetime future income. You  don’t know how long you’ll going to live. you don’t want your money to run out. So, for that foundational portion, you can rely on it for the income; and the aspect of safely growing assets and protecting them along the way with the plan B in place to protect. I believe that annuities really do give us that position to protect us and literally save our rears.
Eric: Saving those assets: safety, **guarantees, lifetime income.                                                                                                           Dick: Thank you.

Senator Hatch says insurance firms can ease U.S. pension crisis

WASHINGTON (Reuters) – A top Republican senator unveiled legislation on Tuesday that would radically change public pensions by having life insurance companies pay benefits through annuity contracts, helping to alleviate the underfunding that has engulfed many plans.

The bill introduced by Utah Senator Orrin Hatch, the highest-ranking Republican on the Finance Committee, would have the government pay a premium each year to a state-licensed insurer in an amount equal to a set percentage of salary. Employees would then receive fixed income annuity contracts from the insurance company.

“A new public pension design is needed, one that provides cost certainty for state and local taxpayers, retirement income security for state and local employees and one that does not include an explicit or implicit government **guarantee,” Hatch said in a speech to the Senate.

Annuities function similarly to pension plans by paying set amounts in regular installments. The accumulation of annuity contracts would even out interest-rate fluctuations, according to Hatch, who would have insurers competitively bid for them.

Underfunding is “not possible,” he added.

The bill would not cover past pension liabilities, but allow state and local governments “to stop digging the hole with their existing defined benefit plans,” said Julia Lawless, a spokeswoman for Hatch. [… Read more at MSN]
