Much has been written about safe withdrawal rates in retirement and how our recent prolonged low-interest rate period could impact retirees ability to safely pull money out of accounts at what many financial planners had mostly considered safe levels. Nobody likes to visualize the prospect of outliving their money, but is living a retirement based upon disciplined austerity the best answer? That is why many have turned to annuities with a portion of their retirement savings, so they have at least a foundational **guarantee of income above the three to four percent rule for a lifetime of that is more generous.

No two planning cases are the same; and for some clients having one million dollars available — combined with their pension, and social security income with low living expenses – will mean not having to worry about running out of money during their lifetime. For another client with the same assets and income but higher living expenses, it may mean a lifestyle change or working longer. There are literally dozens of factors that can impact retirement and preparing for all the contingencies is impossible. However, it is possible to prepare for the most probable scenarios and utilize conservative assumptions to formulate the best possible plan for a safe retirement.

$1 million is no longer enough to retire on

You have to get rich these days just to finance a comfortable retirement.

That’s the conclusion financial advisors are increasingly coming around to, as they gauge the direction of the economy in a strange new world of glacial growth and super-low interest rates. “Twenty years ago, someone with a million bucks would have said, ‘that’s great, I can draw down $100,000 a year, I’ll be just fine,’” Jim McCaughan, CEO of Principal Global Investors, tells me in the video above. “But now, with very low rates, the problem of funding a retirement is much more difficult.”

Retirees don’t need to be told that low rates have cut sharply into the returns on fixed-income investments. But they may need to rethink how to prepare for what might happen in the future. Many investors are waiting for interest rates to go back up, once the Federal Reserve starts hiking short-term rates later this year or early next year. Meanwhile, the Fed is gradually winding down its vast “quantitative easing” program, which deliberately forced down long-term rates. So as that pressure eases, rates ought to go back up. Right?

Maybe not. McCaughan argues that we’ll be in a low-rate environment for much longer than many people expect, for a couple of basic reasons. First, an aging population means the demand for low-risk bonds will rise, pushing up prices but pulling down yields. Second, there’s been a growing gap between global demand and global production capacity, which will keep a lid on prices of most things for the foreseeable future. Low inflation usually coincides with low-interest rates.

There’s nothing magical (or scientific) about $1 million as a goal for retirement savings. As a round benchmark, however, it’s been in the ballpark for a couple hoping to retire comfortably. A $1 million principal will generate $60,000 per year in income if the portfolio’s return is 6%, and $40,000 per year at 4%. The amount you need to live on, of course, depends on many factors, including the cost of living where you reside, healthcare expenses, how much you travel and how long you live.

But if rates remain in the low range they’re in now—with 10-year Treasury rates well below 3%, say—it will change the math of retirement planning. During most of the baby boomers’ working lives, it was reasonable to expect annual returns of 6% to 10% on a retirement portfolio, without taking much risk. Add Social Security and other pension payments, and a $1 million nest egg was more than adequate for most people. [Read More…]

[continued]…an academic study by Michael Finke, Ph.D., CFP and Wade Pfau, Ph.D., CFA entitled “The Retirement Income Challenge”, their findings suggest that deferred income annuities can actually reduce the cost of funding your retirement.

Their “monte carlo” style study examines 50 thousand different simulations where couples purchase deferred income annuities 20, 10 and 3 years prior to retirement at age 65. The simulations compare an equity and annuity portfolio to a more traditional equity and bond portfolio. The study, sponsored by Northwestern Mutual, found that the overall cost of retirement was less for couples that moved all or a portion of their bond holdings into annuities.

The paper states that “results show that a product which provides lifetime income can lower the cost of funding retirement by softening the financial blow of a long lifetime or poor market returns. Financial professionals creating a retirement income strategy can reduce the expected costs of funding a retirement income by allocating a portion of their client’s investments to a deferred income annuity, particularly if the retiree is worried about investment risk in the near term or running out of money later in life.”

New Academic Research Finds Deferred Income Annuities Reduce Overall Cost of Funding Retirement

Including a deferred income annuity (DIA) in a retirement portfolio helps reduce the cost of funding retirement while also offsetting risk and providing asset allocation flexibility, according to a new academic paper authored by Michael Finke, Professor and Director of Retirement Planning and Living, Texas Tech University and Wade Pfau, Professor of Retirement Income, American College.

Northwestern Mutual partnered with the professors on the paper that found DIAs:

  • Help to mitigate uncertainty and reduce the cost of retirement –The cost of retirement includes the actual cost of generating a given income in retirement in the face of unknown variables such as longevity and asset returns. When a retirement plan allocates a portion of assets to a DIA, the average cost of retirement is reduced by softening the financial blow of a long lifetime or poor market returns by **guaranteeing a portion of retirement income.
  • Allow investors to take on more equity risk – Setting aside assets before retirement to buy a DIA places a portion of the retirement portfolio into a bond-like asset. With a level of income **guaranteed, individuals can then invest the rest of their assets more aggressively while maintaining the same risk profile.

The research also found that innovative new DIA products provide additional value given the low-interest rate environment as they may allow for potential payout increases over time via dividends, while providing protection against inflation and longevity.

The “lifestyle gap” is the difference between what will be coming in from the core sources and their desired income goal. Most Americans don’t look to significantly change their lifestyle once they retire – while some will eventually downsize or move to warmer climates – most of our clients don’t expect to start eating spam instead of their normal diet to cut retirement costs!

So, how do we close the gap between our core income components and our retirement income goal? — with 401k’s, IRA’s and all the other savings stashed away for retirement. One of the biggest challenges most retiree’s face is the transition from savings to spending. Retiree’s typically are not used to spending out of their investments or savings accounts – not surprising as they have been savers, not over-spenders their entire lives. They are accustomed to receiving a regular paycheck and the thought of losing that check makes many near retirees uncomfortable.

Making up the income gap can be done in a variety of ways, but for numerous retirees, one of the primary financial products they consider to solve their income gap is annuities. They turn to annuities for many reasons; however, for many it is the simplest answer to securely eliminate their income gap. Many clients appreciate the ability for an annuity to provide a regular source of income somewhat similarly to paychecks they were used to receiving when they were in the workforce. For many others the purchase of an annuity provides an additional assurance by taking one of life’s great unknowns out of the equation – by removing the uncertainty of knowing just “how long will I live?” and “will I run out of savings?” For many clients, this is a source of stress annuities can remove from their lives.

Annuities can provide income that you cannot outlive — no other financial product can do that!

Turning a portion of your 401k or IRA savings into lifetime income has been linked to an increased likelihood of retirement success in several recent studies. However, we are not advocating for placing all of your 401k, IRA or retirement savings into annuities. All good retirement plans must prepare for contingencies and should have retirement dollars in areas other than annuities. Annuities do a great job of providing income, but can have limitations on liquidity.

Retirement planning relies on setting out the best course based upon a realistic set of expectations. Your plan will most likely have changes over time; hence, having flexibility within any plan is important.

Sound complicated? It is true that retirement can be complicated; however, retirement with a plan is better than hoping for the best without a plan.

How do I turn my 401(k) into reliable retirement income?

It’s not surprising that you’re uncertain about what to do. Most of us focus our time and attention on growing our nest egg during our career. By the time retirement draws near, many of us find that we’ve given little, if any, serious thought to the critical task of turning that nest egg into income we can count on to support us the rest of our lives.

As for 401(k) plans specifically, many fail to provide much in the way of meaningful guidance or practical help on this issue. Indeed, a recent Government Accountability Office (GAO) report found that only a third of 401(k)s have any kind of retirement-income withdrawal option and only about a quarter offer an annuity.

Which is why whether your savings are in a 401(k), IRA or a combination of retirement accounts, you’ll need to develop a viable retirement income plan before you retire..

The first step toward creating such a plan is to get a handle on how much income you’ll need once you make the transition from the work-a-day world to retirement. Relying on a rule of thumb that says you’ll require between 70% and 80% of your pre-retirement income may be okay for estimating how much you have to save during your working years. But in order to assess how much income you’ll really need when the paychecks stop — and whether the nest egg you’ve acquired is capable of generating that level of income — you want to get a more realistic fix on the expenses you’ll face after you retire.

You can do that by going to BlackRock’s Retirement Expense Worksheet. Once you have a decent idea of how much you’ll spend in retirement, you should think about how much spending you would like to have covered by Social Security and any other sources of guaranteed income. You can see what size Social Security benefit you’ll qualify for based on your earnings record by going to Social Security’s Retirement Estimator tool. Remember, your benefit increases roughly 7% to 8% for each year you delay claiming Social Security between age 62 and 70, so you may want to consider waiting to qualify for a bigger Social Security check later on. Financial Engines’ Social Security calculator can show you how much you might be able to boost the amount you collect by postponing a few years.

If the amount that you’ll receive from Social Security and any pensions covers all or most of your essential living expenses in retirement, then you probably don’t need any more guaranteed income. You can rely on withdrawals from your savings to cover any essential expenses your guaranteed income doesn’t cover, as well as discretionary expenses and any unexpected expenses that may pop up.

But if you find that your day-to-day living expenses exceed what you receive from Social Security and any pensions, you may want to consider filling the gap with additional guaranteed income. That is where an annuity might be able to play a role in your retirement income plan.

There are many different kinds of annuities that can convert savings to lifetime income. But if you’re looking for income that will start as soon as you retire, then consider an immediate annuity.

The premise behind this type of annuity is simple. You hand over a lump sum to an insurer and in return you immediately begin receiving monthly payments that will last as long as you do, regardless of how the financial markets perform. Today, for example, a 65-year-old man who invests $100,000 in an immediate annuity would receive about $545 a month for life; a 65-year-old woman would receive about $505.

You can see how much income you (or you and a spouse or partner) might receive for life at different ages for different amounts invested by going to this annuity payment calculator.

As attractive as the prospect of guaranteed lifetime payments may be, however, you also want to be aware of the drawbacks. Once you purchase an immediate annuity, you no longer have access to those funds. You can’t dip into that money for emergencies or unanticipated expenses, nor can you pass it along to heirs.

If your 401(k) plan is one of the relatively small percentage of plans that offer an immediate annuity, you may be able to buy the annuity within the plan. Before you do that, though, go to an annuity calculator to make sure your plan’s annuity offers a payment that’s comparable or better than what you can get elsewhere.

If your 401(k) doesn’t offer an immediate annuity — or it’s payment isn’t competitive — then you can buy one from an insurer outside the plan. In that case, you’ll want to buy the annuity within a rollover IRA and fund it via a direct or trustee-to-trustee transfer from your plan.

If you decide to invest some of your savings in an immediate annuity, you’ll still be counting on withdrawals from the rest of your savings to fund any expenses that aren’t covered by Social Security, any pensions and your annuity payments. As long as you’ve been saving for retirement, you’ve had your eye on “the number”: the amount you need to save to get by. But once you decide to quit, there’s another number you need to know—how much you plan on spending each month, and which retirement account it’s going to come from.

Welcome to “decumulation,” the process of unwinding the investments you’ve worked so hard to pile up over the course of your career.

How you spend your retirement accounts is as important as how you built them, and is subject to much the same forces that shaped your savings decisions: income, risk, and taxes. “You’ve got this dance between these three things,” said Jennifer Landon, president of Journey Financial Services in Idaho Falls, Idaho.

But compared to the relatively straightforward process of saving, decumulating, to paraphrase the old saw about Ginger Rogers’ dancing skills, can be like dancing backward, with higher stakes.

Traditionally, everyone’s decumulation number was 4 percent — the percentage of your nest egg you could access each year and still stay flush. “With interest rates at an all-time low and volatility at an all-time high, the 4-percent rule no longer applies,” said Landon.

Your decumulation number is actually two numbers put together: your basic expenses for shelter, food, utilities and other routine bills, and what Smith calls “joy expenses”: the money you need to travel, pursue your hobbies and generally find fulfillment. Financial advisors are often surprised at how few clients have even a ballpark idea of their number as they approach retirement.

Once you have your expenses figured out, you match them against the income streams that come to you as fixed payments—a defined-benefit pension, your Social Security benefits (if you’re taking them immediately), and other cash flow, like installments from the sale of a business. For stocks, the best time to sell and go away starts today

CHAPEL HILL, N.C. (MarketWatch) — Should you sell in April and go away?

It’s an odd question, I admit. Widespread talk of selling usually doesn’t begin until late April, when investors each year are reminded of the famous seasonal pattern “sell in May and go away.”

But it’s precisely because it is so well-known that some followers of this seasonal tendency wonder if they should act sooner rather than later. Waiting until May Day runs the risk of selling at the same time that a large number of other investors are doing the same.

Fortunately, we have real-world data on two attempts to get a jump start on the “sell in May and go away” pattern. The first is the “Almanac Investor Newsletter,” edited by Jeffrey Hirsch, and the other is Sy Harding’s “Street Smart Report.”

Both pursue surprisingly similar modifications to this basic seasonal pattern. Each relies on a technical indicator known as MACD to pinpoint the precise day on which they enter and exit the market. (MACD is a short-term momentum indicator, standing for moving average convergence divergence.)

The Hulbert Financial Digest has track records for both market timers’ modifications of this seasonal pattern dating to mid-2002, nearly 13 years ago. The HFD calculates their returns on the assumption that, when they are invested in stocks, they earn the return of the Wilshire 5000 Index; otherwise they are assumed to be invested in 90-day Treasury bills.

As you can see from the accompanying table, a buy-and-hold strategy since mid-2002 has produced a 7.7% annualized return. Automatically going to cash every May Day and re-entering the market on Halloween would have done slightly better with a lot less risk — which is why it comes out well ahead of buying and holding on a risk-adjusted basis (as indicated by a higher Sharpe Ratio). [continued]…retired – yet are now fearful that due to “unfunded pension liabilities”, they may not receive the benefits they worked so long to achieve and now feel forced to take an unfair lump sum buyout.

Pensions are **guaranteed nationally by the Pension Benefit Guaranty Corporation (PGBC) and they help advise employees impacted by lost or failing plans. It should be noted that most pensioners receive their full benefits even when they are administered by the PGBC. So, why the concern? The PGBC is currently running over a 60 billion dollar deficit due to the number of recent bankruptcies. Congress is expected to try and close the gap by increasing the premiums due to the PGBC, which are charged on a per participant basis; however, many suspect that increases in those premiums will just continue to increase the number of companies dropping pension plans and programs altogether.

So, what happens when a solvent company wants to drop their pension program? The company typically has two options; they can offload the liabilities of the pensions to an insurance carrier to fulfill the obligation or they can offer a lump sum payment that covers pensioner’s benefit.

Just because you are offered a buyout does not mean you should jump at the option solely because of the risk of the entire system. Most pension benefits are “richer” than what is typically available from an insurance company issuing a new annuity in the commercial market. Thus, when you are offered a buyout, you have to examine the whole package and ask yourself a number of questions, such as;

  • What are the benefits offered versus what is available commercially?
  • What is the financial status of my company’s pension fund and why are they offering a buyout?
  • Do I need additional benefits for my family or spouse not covered under my existing plan?
  • What happens if the PBGC takes over my benefit?
  • When do I need the money?
  • Would I rather have more flexibility and manage my own money with securities, or annuities, or both?
  • Do I want a benefit/lump sum that could be passed onto my heirs? (Especially if you have a short life expectancy due to health)

If you determine that accepting a buyout is the best move, you still have the option of purchasing a level or increasing  now or in the future from an insurance company. We believe that highly rated insurance companies offer a higher degree of safety and stability than most financial instruments offer due to the high level of assets and reserves they are required to maintain. Also, with annuities, you have a number of options available that allow for income **guarantees combined with the flexibility of still maintaining full control over the majority of your dollars at all times.

In summary, if you are offered a buyout, take the time to carefully consider your options so that you can make the best decision possible. It would be wise to consult an advisor with experience and expertise who can help you carefully balance all the possible pluses and minuses prior to taking a lump sum buyout.

How you decide to take this endangered asset may be crucial to a secure retirement.

Fretting about how to manage your pension is like complaining about the cost of winterizing your beach house. Lots of people would love to have your problem.

Only about 18% of private-industry workers have a defined-benefit pension. Less than one-fourth of Fortune 500 companies offered a defined-benefit plan to new employees at the end of 2013, down from 60% in 1998, according to Towers Watson, the human resources consulting firm. The number is much larger for public-sector workers; about 80% of them have a traditional pension.

If you’re eligible for a traditional pension, you’ll be faced with important decisions that could affect your financial security, and they’re usually irrevocable. That means when you retire, you’ll need to do more than turn in your security badge and wait for the monthly checks to roll in.

Backing away from defined benefits

The move away from traditional pensions reflects several trends. Employees are living longer, which increases the cost of providing a lifetime monthly payment. Low interest rates have reduced pension funds’ investment returns, requiring com­panies to put more money into their plans to avoid a shortfall. Government regulations designed to protect pension participants have increased the cost of offering and maintaining defined-benefit plans. Finally, companies used to view pensions as a way to attract and retain good employees. But these days, a benefit that rewards longevity is a lot less valuable because workers change jobs every 4.6 years, on average, according to the Bureau of Labor Statistics.

Even if you’re among the minority of private-sector workers covered by a pension, you’re not immune from efforts to reduce pension costs. AT&T, Boeing and IBM have joined other companies with big pension obligations in switching to a cash-balance plan. These hybrid plans combine features of a 401(k) and a traditional pension. Benefits from a traditional pension are typically based on a participant’s salary during the final years of employment, but with a cash-balance plan, benefits are accrued evenly over time. When a company converts, participants are usually entitled to the benefits they’ve earned to date under the traditional formula, with future benefits based on the cash-balance calculation. For longtime employees, the shift can result in a big cut in benefits.

Other companies have frozen pension benefits. The number of plans with frozen benefits rose from 10% in 2003 to 32% in 2011, according to Russell Research, a financial research firm based in East Rutherford, N.J. Many companies have cushioned a pension freeze by providing higher contributions to workers’ 401(k) plans. That could pay off for young workers who haven’t accrued much in the way of pension benefits, but a freeze can be costly for mid-career workers. Their future raises and years of service won’t be factored into their pension, and they’ll have less time to make up the difference by contributing to a 401(k), even if it comes with a generous employer match.

In the past, pension participants could count on the payouts they were promised once they started receiving benefits, but that’s changing, too. A new law allows multi-employer pension plans to cut benefits for current and retired workers. These plans typically provide coverage for union members who work for different companies, usually in the construction, manufacturing and trucking industries. Because of a decline in employment in those sectors, the plans have come under severe financial stress. In October, the Central States Pension Fund, a multi-employer plan that covers more than 400,000 participants, proposed cutting its benefits by an average of 22%. Some retirees will see their benefits cut by up to 60%.

A nice problem to have

Carin Hoch, 58, vice president of real estate for NuStar Energy in San Antonio, vividly recalls a meeting she and her husband, Ron, had about five years ago with their financial adviser to discuss financing a retirement home. After reviewing their salaries, retirement savings and other assets, the adviser turned to Ron and said, “She’s a keeper.” The reason: Hoch will retire with a traditional pension.

Hoch hasn’t decided whether she’ll take her pension as lifetime payouts or a lump sum when she retires. The Hochs have other sources of retirement income, including 401(k) plans, but having a pension in the mix has given them options they wouldn’t otherwise have. It has made it possible for Ron to retire at age 59 so that he can help care for Carin’s father, who is 93. It will allow Carin to retire in four to six years. The couple plan to use the income from Carin’s pension and Social Security to pay for their living expenses. They’ll spend money from their 401(k) plans on travel and other discretionary items. Considering what can happen in the stock market, Carin says, having a pension “really gives us a comfort zone.”

Not only that, but retirees like the Hochs can invest money in their retirement accounts and other savings more aggressively, which offers the potential for higher returns. A monthly annuity payment “is like a bond portfolio,” says Charles Sachs, a certified financial planner in Miami. “You can buy riskier assets because you have this cushion of dollars coming in.”

Lump sum versus lifetime payout. If, like Hoch, you’re covered by a pension, this decision may be the most important one you’ll face when you retire. As employers look for ways to rid themselves of costly pension liabilities, they’re increasingly offering to pay departing employees a lump sum in lieu of a lifetime annuity payout. Figuring out which option is right for you will depend on a number of factors, ranging from the size of the lump sum to how long you expect to live.
