Are we all guilty, at times, desiring too much of a good thing?

After all, as Annuity Guys, we often extol the virtues of income riders and the good they do; however, they are not always good for you! Annuity income riders typically offer benefits such as lifetime income and roll-up or ratchet growth **guarantees toward future income. Unfortunately, most of these **guarantees come at an expense and for some people this expense or rider fee makes perfect sense while foolhardy for many. Riders used correctly can give the annuity owner a lifetime income **guarantee that makes the expense well worth it. But, wait just a minute… [continued below video]

In fact, many people decide to purchase an annuity for safer **guaranteed growth or growth potential.  Now, we will let you in on an Annuity Guys secret – annuities purchased for growth typically don’t need an income rider. Adding an income rider with a fee to any annuity will place a drag on the annuity’s growth potential.

Where we typically see annuity income rider abuse is on fixed index annuities with riders using a formula for **guaranteed growth toward future income. Read that sentence carefully, notice that the **guaranteed growth is toward a “future income” using a formula and not **guaranteed growth in your cash or accumulation bucket. The abuse we typically see is from annuity salespeople who must not understand or believe that a fixed index annuity can offer important retirement benefits without misusing the rider’s dubious growth pitch.

So…

Some annuity agents find it easier to sell you an annuity by offering you a “6% to 8%” growth **guarantee. We refer to this as the lie of omission. If they tell you that your annuity has a “6%” **guarantee, most annuity purchasers believe that the 6% **guarantee is in their real money account value growth – but it’s not, and if questioned further they will even admit as much, but they hope you don’t ask. Remember using annuity income riders is not necessarily wrong, most help retirees accomplish future income goals that fulfill their income need for retirement.

In summary, know what you want your dollars to do for you in the future and ask enough questions to insure that the financial product you decide on will accomplish your goals and not an advisor’s commission goals! Hopefully, you can now avoid being a victim of “annuity -income rider- abuse.”

It is a fact that more and more employers are moving to a 401k style retirement plan and away from the defined benefit plans enjoyed by past generations. Some of the biggest national employers are doing everything they can to unload their pension obligations by offering lump sum buyouts or turning the pension program over to insurance companies.

Sales of fixed annuities are surging as income-strapped retirees seek ways to rescue their retirement plans.

Annuity sales are exploding higher as retirees look to lock up **guaranteed lifetime income in an environment where fewer folks leaving the workplace have a traditional pension. In a sign of wise planning, easy-to-understand basic income annuities are among the fastest growing of these insurance products.

In all, net annuity sales reached $56.1 billion in the first quarter—up 13% from a year earlier, based on data reported by Beacon Research and Morningstar. Variable annuities, often seen more as a tax-smart investing supplement for the wealthy than a vehicle for lifetime income, account for most of the market. These annuities, which essentially let you invest in mutual fund^s with some insurance **guarantees, saw first-quarter net sales of $33.5 billion—down slightly from a year ago.

Meanwhile, net sales of fixed annuities, which offer more certain returns, surged to levels last seen in the rush to safety at the height of the Great Recession—totaling $22.6 billion for the quarter. Fixed annuities come in simple and complex varieties—those indexed to the stock market can be confusing and laden with fees. But the subset known as income annuities—the most basic and straightforward of the lot—grew at a 50% clip versus 44% for the index variety.

Basic income annuities, also known as immediate annuities, remain a tiny portion of the overall $2.6 trillion annuity market. Yet they are what most investors think of when they ponder buying an income stream. With an immediate annuity you plunk down cash and begin receiving pre-set over a period of, say, 10 or 20 years, or life. IRI Second-Quarter 2014 Annuity Sales Report: Industry-Wide Sales at Highest Level in Three Years

Indexed Annuities Power Fixed Annuity Sales to Five-Year High; Variable Annuity Sales Up from First Quarter

WASHINGTON, D.C. – The Insured Retirement Institute (IRI) today announced final second-quarter 2014 sales results for the U.S. annuity industry, based on data reported by Beacon Research and Morningstar, Inc. Reaching the highest mark in three years, industry-wide annuity sales in the second quarter of 2014 rose to $59.9 billion, a 6.8 percent increase from $56.1 billion in the previous quarter and a 9.9 percent increase from $54.5 billion in the second quarter of 2013.

Fixed annuity sales – supported by record fixed indexed annuity sales – increased to $24.3 billion in the second quarter of 2014, according to Beacon Research. This was a 7.6 percent increase from $22.6 billion in the previous quarter and a 41.6 percent increase from $17.1 billion in the second quarter of 2013. Variable annuity total sales reached $35.6 billion in the second quarter of 2014, according to Morningstar. This was a 6.2 percent increase from $33.5 billion in the first quarter of 2014, but a 4.6 percent decline from $37.3 billion in the second quarter of 2013.

“These are the highest industry-wide sales we’ve seen in three years, and on the fixed side of the market, the highest in five years,” said Cathy Weatherford, IRI President and CEO. “We continue to see moderate growth, driven by consumer need for protection and income, in all types of retirement income products, and more robust growth in certain products based on the macroeconomic conditions of the day. For example, the market is currently experiencing a surge in the sale of fixed indexed annuities that – in addition to offering upside potential with downside protection and access to **guaranteed lifetime income – can be used by consumers as an alternative to traditional fixed income investments without the interest rate risk.”

According to Beacon Research, continued growth in fixed annuity sales were largely supported by a surge in fixed indexed annuity sales, which hit a new quarterly record of $12.9 billion in the second quarter of 2014. This represents a 14.8 percent increase from first-quarter 2014 sales of $11.2 billion and a 41.5 percent increase from second-quarter 2013 sales of $9.1 billion. Income annuity sales also rose during the second quarter of 2014, topping $3.39 billion – a 3.2 percent increase from nearly $3.29 billion in the previous quarter and a 32.7 percent jump from $2.56 billion in the second quarter of 2013. Insurers Add Appeal to Income Annuities

Immediate annuities, also known as income annuities and payout annuities, can replace disappearing corporate pensions, but sales have been tepid.

LIMRA, a research, consulting and professional development organization, reported that income annuity sales reached $8.7 billion in 2012, a small percentage of total annuity sales, which reached $219.4 billion. Insurers have responded by offering features such as liquidity, death benefits, and flexible income options for income annuities.

Amid these changes, advisors who are engaged in retirement income planning are beginning to take a second look at income annuities, according to Mark Paracer, research project director at LIMRA. Paracer pointed to a 2012 LIMRA study that brought responses from more than 1,000 advisors.

“Our findings showed that more advisors are interested in products in general (32% in 2011 vs. 31% in 2009),” he said. “That was especially true for RIAs (33% in 2011 vs. 24% in 2009).” That study also indicated that solutions are often well received by clients: 63% of advisors agreed while only 7% disagreed.

“Most importantly,” Paracer said, “the attitudes of advisors are shifting to more recognition of the benefits of solutions versus the benefits of non- solutions: 56% in 2011 vs. 40% in 2009. There is also a shift in advisor attitudes toward the idea that a solution should be used to cover non-discretionary expenses in retirement: 48% in 2011 vs. 38% in 2009.”

Paracer noted that including an income annuity — either deferred or immediate — can help retirees ensure that at least their essential expenses in retirement are covered, thus allowing advisors to invest the remaining portion of their portfolio with a goal of higher returns.

According to Lowell Aronoff, CEO at CANNEX Financial Exchanges Ltd., which compiles data on financial products, there is a disconnect between the need for income annuities and the amount of sales. “Retirement income research universally suggests that income annuities should be a core product for nearly all retirees,” he stated, “yet sales of these products are still fairly modest.”

One objection to income annuities has been the “hit by a truck” fear. A consumer might buy an annuity that would pay a lifetime income and die soon afterwards, thereby relinquishing capital for little return. Dick: Hello, I’m Dick.

Eric: And I’m Eric. And we’re the annuity guys.

Dick. Yes! And Eric, there’s a new kid on the block.

Eric: A new innovation to the industry.

Dick: The most exciting thing that’s come along in the several years actually.

Eric: It’s funny how you make some old things new again. And people think annuities are boring.

Dick: Well, it is boring Eric.

Eric: This is exciting for us… we’re getting a lot of fun with this.

Dick: And for years, the variable annuity# was called a hybrid annuity. Then along comes the fixed index annuity; and what we saw really change that was those new income rider as they came out on them.

Eric: Opportunities for growth and income and **guarantees…

Dick: And hence, the hybrid annuity is born. And now we have the immediate hybrid annuity which has earned a little bit better from their cousin…

Eric: It’s taking some of the hybrid and fixed pieces, and some of the variable pieces and slide it on the immediate annuity which is like… “why the heck would you want to do that?”

Dick: Well, and that brings up another point agents are talking about this too much.

Eric: Don’t tell anybody. And there’s a reason why…

Dick: There’s a reason why. Well, the truth on these immediate hybrid annuity folks, there really more than likely to catch on in a big way because there’s so many good features to them that we want to explain and help you understand, but they’re also the very low commission. They don’t pay the agents very high commission.

Eric: That’s probably a lot of people really didn’t talk about even a standard immediate annuity before; and now all of a sudden we’re certainly get a little bit more innovation and I think people are going to have to start talking about it because the features are there and we’ll see what we can get – higher payouts perhaps…

Dick: A greatly increased income…

Eric: Increased income. Fees… oh -oh.. No fees…

Dick: That’s a big negative. Now that was one of the things on the variable annuity# that really became, I don’t want to say the death of the variable annuity#, but a lot of folks moved away from the variable annuity# because of the high fees; and they still do. The hybrid annuity which we’ve explained many times is the fixed indexed annuity chassis typically, the standard hybrid annuity, and it lowered the fees a lot but it still has fees Eric.

Eric: Some of them do but not all of them. The most commonly you’re looking at 1/2 and 1 percent on an income rider which is what **guarantees your income for life on that kind of fixed indexed or hybrid chassis.

Dick: So now we’ve move over to the immediate hybrid annuity and we’re talking about zero fees.

Eric: Ohh my…

Dick: No fees folks, no annual fees.

Eric: No fees, higher payouts..

Dick: For lifetime income and it last ’till your retirement and the most innovative aspect to this which is what really takes it into this hybrid annuity realm is access to your principal.

Eric: Right. Access to your liquidity… it gives you some liquidity options that didn’t used to be there. Now, we’re not going to pretend that you’re going to go out there withdraw everything without penalties or such but it does give you access to emergency cash and we’re seeing more and more carriers try to offer this.

Dick: And many folks would have opted for an immediate annuity if they had some all those options in the past; they just weren’t available. One of the things, Eric, that I want to talk about and we kinda get this… You and I were never really against the insurance company; we’re always for the client. So, if there’s a way that the client can actually win and I mean let’s face it, most clients feel that the deck is stacked against them when dealing with an insurance company. So if there’s a way to win what you really want to do is get your money out of the insurance company early, faster,… the sooner you can get your money out and have them paying you their money the better off you are.

Eric: And if you haven’t figured out what an annuity is really, it’s a return of your money to you…

Dick: Plus a small return…

Eric: Plus a **guarantee that you’ll get that return as long as you’re alive.

Dick: Yes.

Eric: Those are the key aspects of an annuity and so lifetime income… well, you want to get your portion that you paid in

back quickly and then you’re starting to work on their money.

Dick: What’s so exciting about this Eric is that we’ve been able to run the numbers and we’ve seen now the breaking point where it really works for folks, and those payouts where they can have a considerably larger amount of money at certain ages and even in that early stages make a lot more income

Eric: Well, looking at a typical portfolio size we see and 401K for a 65-year-old male, single… that difference between a popular hybrid payout paying about five and a half percent and then these immediate hybrid annuities are now also paying about almost 6.7 percent; so you’re talking about…

Dick: Compared to five-and-a-half percent…

Eric: Right. So for somewhat two hundred fifty thousand and looking as their foundational income, talk about two thousand dollars a month difference.

Dick: That equates out to somewhere between forty and fifty thousand dollars over twenty years which is a typical retirement. I mean some of which are much longer than that but a typical retirement pushes twenty years nowadays…

Eric: And I’m sorry, i said per month, it should have been year.

Dick: Right, I took it as annual… right. right…

Eric: So, The lifetime number is just the amount of money you would leave on the table is just astronomical.

Dick: It’s just large, yes!

Eric: As we’re looking at it. We’re always excited to talk to people about it…

Dick: Well, we get excited because they get excited. It’s like everyone’s kinda look at the standard fixed indexed hybrid annuity and they’ve compare them one against the other, and finally there something out that kinda breaks the mold and answers a lot of questions that folks are looking for.

Eric: Exactly, especially for those folks that are retiring, they’re getting buyout options. We’re hearing all these people and they’re gonna retire and they’re going to start needing money now and that’s where this works extremely well. It’s exciting.. I am excited!

Dick: So, we’re talking… it works better for those folks that need money in what time period? Obviously there’s a next 30 days but then how much further out might might this strategy work?

Eric: Well, with this specific strategy really because you’re using an immediate income chassis, your looking at income the next 12 months.

Dick: Yes.

Eric: But obviously then we start looking at when does a hybrid best-perform, usually on that stage you’re looking at having to deffer for at least five years.

Dick: Rights. So if you’re wanting to be able to balance this and say well “if my income, I need in about three years” maybe you should hold off a little bit or use a different type of an annuity to get you to that level where you’re ready to turn the income on and then use this type of an immediate hybrid annuity.

Eric: Right and that’s where we say run the numbers, look at the options. It might be worth taking a two percent **guarantee for a couple years knowing you’re going to get a better payment in two years with an immediate hybrid than you would with a standard hybrid annuity.

Dick: Eric, let’s put together some of those numbers for folks and do a webinar on that that they can watch and maybe even have a button on the website where they can just go and look at those numbers and do some real comparisons, and then they can get back with us if they have questions.

We don’t work with crazy people (okay, maybe a couple, LOL), but we do work with a lot of sincere folks who first met us; after doing some internet research and then turned over a sizeable portion of their life savings in return for some annuities!

So, is this crazy or wise? It is really decided by two primary issues: First; working with the most capable advisor when you are choosing and structuring annuities. Second; understanding that you don’t really give your money to any advisor local or national.  Your retirement dollars along with millions of other retirement dollars are housed with a financial custodian, such as a brokerage or insurance company, usually hundreds or even thousands of miles away.

**Guarantees, including optional benefits, are backed by the claims-paying ability of the issuer, and may contain limitations, including surrender charges, which may affect policy values. During this segment, Dick and Eric are referring to Fixed Annuities unless otherwise specified.

We all want the best possible options; whether that be the best car, best house or best retirement annuities. Sometimes, we settle for “what they have” when making choices based upon local convenience. When it comes to your retirement, you should never “settle for what they have.”  As a result of the technology that exists today you can work with an annuity advisor without regard to distance one who understands your objectives and can help you identify the best possible options for a safer and more comfortable retirement. Designing a portfolio for retirement should mean a transition from an accumulation advisor to a retirement income advisor. Just like you would not let your local general practitioner perform open-heart surgery on you – you also should consider consulting with a specialist when the challenge of retirement is upon you.

Technology now makes it possible to work face to face with the best retirement and annuity advisors having any distance reduced to just a couple of clicks .  This may seem like a radical idea to a few; but for many, it has been nothing more than best practices. Once folks grasp the concept of a financial custodian as the actual caretaker of their money it then becomes much more important to locate a true expert who specializes in annuities so that their initial plan is done absolutely right the first time (with no do-overs!).

According to Investopedia the definition of a “Custodian” is:

A financial institution that holds customers’ securities for safekeeping so as to minimize the risk of their theft or loss. A custodian holds securities and other assets in electronic or physical form. Since they are responsible for the safety of assets and securities that may be worth hundreds of millions or even billions of dollars, custodians generally tend to be large and reputable firms.

So who do you want holding your assets, the advisor or the custodian? If you said the advisor — We cannot help you.

Lastly, who do you want helping you chose the optimal outcome for a safer, more secure and comfortable retirement? The local generalist or an an advisor that specializes in annuities?

Dick: Eric, are folks crazy to go out on the Internet and actually hand their money to an annuity specialist?

Eric: They must be crazy for handing it through… for shoving it through the disk or drive. That’s the misnomer; people say I got this chunk of cash; you want me to give it to somebody?

Dick: and folks feel like they’re doing something unusual or something that’s crazy; but when you really start to analyze it in terms of where that money goes and how that money is used effectively for their purposes, it always goes to some other place. It goes to a custodian – a third party. The advantage to working with someone on the Internet that is a true specialist is exactly that.

Eric: You can work with the best versus just working with somebody that’s around the corner because they’re there and I think that’s the challenge most people have to overcome. The reason this topic came up is people often calls us; we’ve referred to an advisor to them; why did you not refer the local guy?

Dick: Well, we love to.

Eric: First of all…

Dick: We’ve tried that.

Eric: We would rather refer the best guy and I’ll tell you what, in our practice we redefine local. Local is not just in our neighborhood; local is fifty states.

Dick: Yes, because local is as quick as a click away.

Eric: That’s right.

Dick: We can talk to an advisor; I can talk to an advisor in Texas; Allen or Rob. I can talk to them faster than I can get you Eric.

Eric: That’s right. A lot of times we can say “hey, Paul…” and Paul is five dials away and me, I’m just stuck behind the door at the back.

Dick: Eric! But that is the truth. And what we got to come back to folks is that technology today has changed everything. It’s all leveled the playing field. You no longer would consider looking around for someone to do an organ transplant locally or you know a serious heart operation or you name it. When it comes to medical elective surgeries, you’ll shop. You get on the internet. You do your research and you jump on the airplane a go where it’s best, and next to…

Eric: Well I was going to say how is retirement planning starting now? Typically with you setting up a 401K or retirement planner or your employer, it’s not like those dollars are just sitting on your bosses top drawer You’re literally setting up those accounts. Most often, they’re configured and then you’re in-charge in making the changes; you’re logging into TD Ameritrade or fidelity or TRowe Price; and you’re manipulating those accounts. Those dollars are not sitting right there; you’re working with a place that’s giving the tools to be more efficient, more affective. The planning tools are there; everything’s online so you have immediate access.

Dick: Right.

Eric: The same as…

Dick: Well, there’s been this consolidation in the annuity industry which is very similar in a sense that everything is coming down to the expert; down to the specialist; down to that aggregator or the person who has the greatest access and availability; and works with more folks and sees more things. And their specialization, their abilities continue to grow and increase; and the local person unfortunately doesn’t have that same advantage.

Eric: Right and we’ve seen many advisory and we always call them accumulation specialists that have done a great job helping you build up your savings to a certain stage. Now it’s time for retirement, well you’re accumulation specialist may not be the same guy that’s going to help you with retirement.

Dick: It takes whole different skill set. And I come back to this whole thing about the healthcare. When it comes down to choosing a specialist, I look at financial situations in people’s lives is being on par, it’s somewhere up there with those health care decision. This is going to be your entire retirement and if you don’t work with somebody who really knows how to get it right in the first place, a having that local guy is not necessarily going to be the best answer.

Eric: Yes and I guess I had never thought about it being heart surgery probably don’t get to do too many do over. They take the one out…

Dick: There’s only one shot.

Eric: Retirements much the same way. You want to compare the best way the first time. So working with somebody the best people possible should be first and foremost in your retirement planning mindset than necessarily working with the guy around the corner.

Dick: Right. And Eric when it comes to referrals, we do work with some folks from our website and we have our local practice but when it comes to referrals we’ve had to basically do the same thing. We’ve had to choose the best of the best!

Senator Hatch says insurance firms can ease U.S. pension crisis

WASHINGTON (Reuters) – A top Republican senator unveiled legislation on Tuesday that would radically change public pensions by having life insurance companies pay benefits through annuity contracts, helping to alleviate the underfunding that has engulfed many plans.

The bill introduced by Utah Senator Orrin Hatch, the highest-ranking Republican on the Finance Committee, would have the government pay a premium each year to a state-licensed insurer in an amount equal to a set percentage of salary. Employees would then receive fixed income annuity contracts from the insurance company.

“A new public pension design is needed, one that provides cost certainty for state and local taxpayers, retirement income security for state and local employees and one that does not include an explicit or implicit government **guarantee,” Hatch said in a speech to the Senate.

Annuities function similarly to pension plans by paying set amounts in regular installments. The accumulation of annuity contracts would even out interest-rate fluctuations, according to Hatch, who would have insurers competitively bid for them.

Underfunding is “not possible,” he added.

The bill would not cover past pension liabilities, but allow state and local governments “to stop digging the hole with their existing defined benefit plans,” said Julia Lawless, a spokeswoman for Hatch. [… Read more at MSN]

The latest issue of Barron’s proclaims to know and list the Top 50 Annuities. Being the Annuity Guys® that we are, we quickly located the article and tables to find out if they were right. What criteria would they use to choose the very best. Finally we would have the answer that all of our readers and callers need so desperately.

Unfortunately, their best in class annuities may do more harm than help.

Don’t get us wrong, we are grateful that this publication largely dedicated to investing in stocks and bonds or other securities has dedicated some time to cover a financial instrument that should be considered for at least a portion of most retirement portfolios that need safety, income and modest growth. However, consumers hoping to find answers about the top annuities will only know a small part of the story. Their hypothetical examples only apply to a very tiny segment of the annuity buying population.

While we hate sounding like a broken record, you should know that with annuities there is not a “one-size fits all” model. Sure you can use a list like the one found in Barron’s to ask for a comparison, but an expert advisor who specializes in income and retirement planning will be more likely to come up with better annuity choices when your specific scenario is fairly considered.

The once-dominant variable annuity# is getting a bit of competition from cheaper iterations. These stripped-down products offer some surprising advantages, though.

Armand Baughman, 71, a retired Continental Airlines pilot of Valley View, Texas, has always viewed annuities as too complex, illiquid, and expensive to warrant his consideration. But last year, he socked $200,000 into a tax-deferred variable annuity#, calling it “the best thing since Cracker Jacks.”

What changed? As part of an effort to lift sagging profits after years of challenging market conditions, firms are giving the oft-maligned annuity a makeover: an ultralow-cost, variable annuity# that offers a broad array of alternative investments, including hedge funds, currency funds, managed futures, and other strategies.

Annuity companies are trying to make a comeback after years of struggling to remain financially sound under the cloud of low interest rates and high stock-market volatility. With annuity sales down 8.4% last year, to $211.8 billion, the lowest level since 2005, annuity providers are aggressively designing and marketing annuities that — like the low-cost variable annuities# — appeal to very specific investor goals or needs.

“For years, companies offered products that tried to do everything at once — give the highest rates, best liquidity, best income **guarantees, and benefits,” says Ken Nuss, founder of AnnuityAdvantage.com, which has free listings of fixed index and income annuities. “But that’s over. They’re getting better at fulfilling a specific goal more effectively.”

To help sort through a breadth of products, Barron’s surveyed annuity companies and industry experts to come up with the 50 most competitive contracts in popular annuity categories. The results, based on common investor assumptions and goals, are detailed in the table, right.

Low-cost variable annuities# with alternative investments earned a new category entry in the top-50 survey this year, thanks to the growing number of these contracts and their potential benefits to investors.

Dick: Hello, I’m Dick.

Eric: And I’m Eric and we’re the annuity guys. Today Dick, we’re going to look at best in class annuities. Now, that sounds awfully high pollutant there. What’s best in class mean? Sounds like a horse racing term.

Dick: Well, Eric, one of the problems that we’ve had in our videos and we’ve been criticized at times; we had folks say…

Eric: No.

Dick: Why don’t you guys tell us what a company; which annuity and that type of thing? Well, let’s just give some disclosure here. Folks were in the most tightly regulated, most highly compliant industry; and if we start mentioning company’s names, we actually have to go out to get their approval first.

Eric: We need a lot more leave time to be able to tell you what the company name is.

Dick: Before we can do a video.

Eric: We have to get approved by the company and then they take about six weeks to banter back and forth; and then they come back, they usually say, no.

Dick: And then there’s another problem, if we start mentioning companies Eric…

Eric: Because it’s wrong as soon as we say it.

Dick: After we’ve said it, it’s wrong the next day. And that’s because the best in class annuities; Eric and I have certain annuities that we tend to favor or better than others, and certain companies…

Eric: It’s based off of historical performance that typically is better than others

Dick: But we may have a client one week that’s pretty similar to a client two or three weeks later; and we have to use a different product because some things either change with that annuity or that person’s situation is just a little bit different.

Eric: That’s right. It can be as simple as one is male, one is female. You would think there would not be that much difference?

Dick: So, what got us going on this subject today?

Eric: Well, It varies. I love them, but I hate them right now. You know it’s nice of an investment kind of publication that we typically think up to feature annuities in the top fifty annuities on the cover of that…

Dick: Well, they’re so biased. A lot of times they won’t even talk about annuities.

Eric: That’s right. So, we love the fact that they’ve decided talking about you which are the top fifty annuities. Now, I’ll have you know, they’re wrong.

Dick: Take it with a grain of salt and read it with a critical eye.

Eric: That’s right because as soon as I look at their list, I said “oh no!” Now, they had to make assumptions. They assume within their first section here that everybody two hundred thousand dollars exactly.

Dick: They’re all sixty years old.

Eric: Six-years-old and male. So, this list is probably very good for the time the article was written if you’re sixty and had two hundred thousand dollars. Now, if you’re 63 and female, the list is wrong.

Dick: Or all you have is two hundred thousand in your name; or what if you had a million to your name? All those variables change. Suddenly, that isn’t the right annuity because there’s other reasons you’d be doing this.

Eric: So, it did address some of the issues in the different pieces but we would tell you that when you first look at this, don’t assume everything here is going to apply to your situation. There’s typically not just one best annuity.

Dick: No! And then when you start talking about working with an advisor that really gets it, they’re going to take a much more sophisticated approach and it’s good not going to be one best in class annuity; it’s going to be three or four or five; and they’re going to have to all work together.

Eric: Right. It’s a balancing act of usually giving you an option. Maybe this one is lower rated but has a slightly better pay out for what your intention is.

Dick: Yes, yes.

Eric: This one has a higher rating but maybe slightly lower or may have to hold it a little bit longer…

Dick: This piece over here works well in a tax-free environment for growth and there’s the maybe starting a portfolio out of a good immediate annuity might make sense out there. So, again, being able to structure this properly, I would say to get best in class annuities, there’s no substitute for working with an expert.

Eric: And that’s where you rely on somebody in their expertise to define for you, what fits your situation. I know I sat down and run numbers and I’ve had what I thought was going to be the best one going in. And all of a sudden I said I run numbers and for this particular unique situation it had to be somebody that was exactly this year old and got to hold it for this long, one specific annuity all of a sudden jumps out of package you never expect. Nothing pay’s to go back and look at the analysis and…

Dick: Exactly. And it doesn’t hurt folks; never, never think that Eric and I are saying “don’t do your own research.” Look at the company’s ratings; get in our rate vault and look at all of the different annuities and the different features, and ratings, that type of thing; and do some comparison. But then, there comes a point where you do get involved with a an expert, an agent that works with these on a regular basis; and they’ll be able to look at the subtleties, the real differences and that’s where you really can find the best in class annuities.

Eric: And as we’ve spoken, there’s no reason why you can’t pull out a list like this and say “hey, what about company X here? I see that they were best in class on variance. What’s that look like?” The advisor can then run the numbers give you the idea of why what they’re proposing may be better or you know…

GAO Report Tells Americans: Buy More Annuities!

The U.S. Government Accountability Office (GAO), a non-partisan federal agency focused on reducing wasteful government spending, has released a report entitled Ensuring Income throughout Retirement Requires Difficult Choices. The two most important choices involve:

  • Delaying the age when you elect to start receiving Social Security payments; and
  • Converting your cash-balance defined benefit pension into a lifetime income annuity rather than take a lump-sum payment upon retirement.
Social Security is Not Enough for Retirement

For those of you that think Social Security will meet your retirement needs, wake up! Given the massive debt overhanging the U.S. economy, the current generous benefits being paid out to retirees is not sustainable. As the GAO report states:

The cost of Social Security benefits is projected to exceed sources of funding, and the program is projected to be unable to pay a portion of scheduled benefits by 2036. In 2010, for the first time since 1983, the Social Security trust funds began paying out more in benefits than they received through payroll tax revenue.

Due to the long-term fiscal challenges facing Social Security, options for reform may result in lower benefits and reduced replacement rates from Social Security. As a result, reforms to the Social Security system may increase the need for retirement income from other sources such as private pensions.

Even under the current generous benefit schedule, social security cannot be relied on to fully replace a person’s pre-retirement salary. According to the GAO report, for low-wage earners (i.e., 45% of national average) social security replaces only 55.2% of pre-retirement income and for high-wage earners (i.e., 160% of national average) the replacement rate is only 33.9%.

Eric: Today we’re going to talk about what percentage of your portfolio should be allocated to annuities, and the magic number is, get right to the point.

Dick: Exactly 50%.

Eric: There you go, thank you very much for.

Dick: Video over. Wouldn’t that be nice?

Eric: Unfortunately, it doesn’t work that way. Everybody wants the magic answer of what exactly needs to go into an annuity?

Dick: Well, even the GAO which we’re going to talk about here, the Government Office of Accountability did a report last year in June that pretty much hit in July, and actually it’s even on the cover of our book that the GAO is recommending that everyone has more annuities and less securities, so that was the overall assumption that they were making.

Eric: I think it’s looking at the dependence people have on other; when you’re getting to retirement what percentage can you count on Social Security to cover, of your retirement income? The funny thing is you look at low income people in the article we utilized, it’s 55% of low income people, they’re income need is met by Social Security.

Medium wage earners is about a third of their expected income is met by the Social Security income, so how are you then going to supplement; what sources are you going to use to supplement your income and retirement after Social Security? Social Security is not going to do it.

Dick: Right. It won’t cover everything that folks need, so if we take—it’s hard to stereotype, because everybody’s situation is obviously different, but if we take what the GAO report is saying in a summary sense, and say that those folks that are somewhere in that median asset range, where they’re relying more on their Social Security that they would have a tendency to need to put a lot more of their portfolio into a safety and security, that will **guarantee their income throughout their life.

Eric: Right and we talk about this a lot with our clients in talking about the foundational portion of your income, so you take your building blocks. You know you’ve got Social Security, as much as we can count on it to be there. We always like to think of what the COLAs and the things, the increases are going to be.

Dick: Cost of living adjustments.

Eric: Yes, but are we certain that those are going to continue with the way that things are right now? You never know, so if you’ve got Social Security as the base, what do you need to add on top of that each month, to meet your monthly income need? That’s your foundation, a minimum amount, not your trips, not your fancy expenditures, but what’s your basic necessity expenditure need to be? Do we build that with– we always say build it with conservative CDs, annuities.

Dick: If you’re going to do investments, you may have it in bonds.

Eric: Look at the most conservative options out there and utilize those to build that income stream.

Dick: Right and this is where annuities do come in and they work so well, because the one thing that the CDs and the bonds and different things don’t address is longevity and that is outliving our money or another way to say it is, Eric just not dying on time.

Eric: That’s right. When we look at people that utilize CDs, they typically just pull the interest, but if you’re having to utilize the principal to meet those basic necessities that’s really where an annuity comes into play, because it gives you that added layer of insurance that you’re not going to outlive your income.

Dick: Exactly, and so it comes down to the percentage to allocate to an annuity some of this we find, when we’re working with our clients, gets down to that person’s risk aversion. Are they the type of person that’s basically grown their portfolio in a very safe and secure way, and they value annuities for what they do, in terms of safety, security, and controlled growth or are they the type of person that’s been very aggressive with their portfolio, so they’re very comfortable with not having much in safety and security. They may have a very large portfolio, and feel that they’ve got the room to have a very small foundation of safety aspect of corporeal.

Eric: If you’ve got such a large asset base that even if you shock tested it and said, “If we lost half of it and it still is enough to meet your basic income needs.”

Dick: Right, carry us through, throughout our lifetime, right.

Eric: Now for some people when they say, “What’s the percentage?” My answer’s always “The smallest amount that we need to meet that basic need.”

Dick: Exactly, and what we like to do and a lot of the advisers that we’ve worked with, like to do for clients is to look at that objective and figure out what that income need is, and then find the least amount of money that we have to spend to get the proper annuity that meets that need, and that could be Eric, an immediate annuity. It could be a hybrid style annuity.

Eric: Then it’s what options do you want? Immediate may give you a bigger payout, but you’re giving up your asset. A hybrid style may be a little bit less income, but you have a lot more flexibility, as well as some other options with long-term care potentially, or other rider pieces that come into play.

Dick: One thing, folks, that you really always want to keep in mind on anything that you allocate to annuities, especially if you’re allocating for some reason a lion’s share of your portfolio, you always want to keep something available that’s liquid. It should be fairly sizable, because we don’t know what type of emergencies might arise.

Eric: We always talk about inflation, and how are you going to gauge for inflation, and you’re better off to have assets out there that continue to grow, that can continue to work against inflation, especially if you’re set on a level, if you take an immediate income or an immediate annuity and it’s level, how are you going combat increases in expenses?

Dick: That’s one thing, folks where the hybrid style or the fixed index annuity with the income rider works so well. If you can maybe have a portion of your income that, if you need income right away, that you can go ahead and maybe set that up in an immediate annuity or one of your investments or some other area of asset in your portfolio that you can pull money from, while you allow that hybrid annuity to defer over five or ten years. It’s a great inflation hedge to get that income boosted up pretty dramatically.

Eric: I like to call it laddering annuities or laddering and if you haven’t seen that video you can actually look for that afterwards, because there should be one out there. There are strategies to basically, help you as the GAO says here.

Dick: We will put this on the blog site, so that you can see the full report and the article that we’re reading from that addresses Social Security, and again how to maybe, use strategies with annuities for Social Security. Eric, if I ask you the question this week what’s the proper allocation to put in an annuity?

Eric: My answer is the smallest amount that meets your foundational needs.

Dick: I like that. Eric did not say, “Well, it depends.” That’s my famous line, “Well, it depends.” I think you’re right Eric, and I think that it also depends on… Here we go. It also depends on the individual preference for safety and security. We have to always take that into account.

Eric: Yes, it should be suitable for your investment style. Very good; thank you very much for tuning in today.
