Ratings or Rates: When You Can’t Have Both Which One Do You Choose?

Insurance company ratings or current annuity rates, which “R” trumps the other? I don’t know about you but I’m hearing this question more than ever before. We all want to get the best annuity rate we possibly can for our clients but when the carrier rating is the trade-off, what is really best?

Such questions are even further complicated, in my opinion, by the fact that there are five major ratings firms (Standard & Poor’s, Fitch Ratings, A.M. Best, Moody Investors Service and Weiss Ratings) that issue financial strength ratings for insurance companies. Each one is slightly different and their rating categories can also differ, i.e., an A+ from one may not mean the same as an A+ from another and some don’t have an A+ rating at all. I don’t think anyone is saying that it’s easy to understand or easy to explain to a client but is it important? I, for one, think it is. Here’s why:

First, ratings should help us support our insurance carrier recommendations to our clients and their ultimate decision to buy protection coverage or invest in their future financial well-being. These ratings are from independent third parties whose evaluation should help all parties determine the ability of an insurer to fulfill its financial obligations. In addition, having multiple carrier ratings available can provide valuable comparison benchmarks.

Second, a company’s rating should be a barometer of its ability to pay claims. The higher the rating the more the independent third party rating firm, in their opinion, believes in the ability of the company to meet their on-going obligations. Are low interest rates killing retirement?

Not long ago, most people worked as long as they were able and eventually either “died in harness” or relied on younger family members to care for them in their old age.

Then along came this idea of retirement, where through hard work, shrewd investing and some help from a pension (if you’re lucky) and Uncle Sam, you could hang up your work boots a little early and spend your golden years enjoying a bit of leisure and fun.

But for most people, the math of retirement works only if they’re able to earn some interest on their savings. That is a challenging task in a world where central banks the world over seem to have declared war on savers.

What does this mean for the long-term viability of your retirement, and what can you do to keep your plans on track?

The 4 percent rule
In the early 1990s, financial adviser William Bengen did research on sustainable portfolio withdrawal rates. Assuming an asset mix of half stocks and half bonds, he back-tested withdrawal rates against historical 30-year periods in the market.

His conclusion was that if you want your portfolio to last 30 years, the maximum withdrawal that you should take each year is 4 percent.

That rate has worked well for millions, and many assume that it will continue to work unless future returns are significantly worse than past returns. Enter the central banks.

ZIRP and NIRP
The global economy has been stuck in slow-growth mode since recovering from the near-death experience of the 2008 financial crisis.

To stimulate growth, central banks around the world lowered rates to near zero and engaged in endless rounds of quantitative easing. When that didn’t work, some of them started adopting negative interest rates. That’s right, zero apparently wasn’t low enough.

ZIRP (zero interest rate policy) has given way to NIRP (negative interest rate policy) in countries such as Denmark, Sweden, Switzerland and Japan. The logic is to force banks to lend, weaken currencies to help exports and stimulate economies.

Not surprisingly, there are a lot of people who think these policies could come with some significant unintended consequences, not the least of which is that it will be pretty tough for savers, pension funds and governments to meet those future withdrawal needs if large portions of their bond portfolios are earning zero instead of the 4 percent to 5 percent that history has taught us to expect.

The $64,000 question (more like $64 trillion) is whether or not these low interest rates will derail retirees and the portfolios, pensions and Social Security program on which they rely to fund retirement.

I can say with certainty that … it depends. If these low rates are an anomaly and they eventually return to normal, then the 4 percent rule of thumb and the return assumptions that pensions rely on can continue to work.

But if they stay this low for a long time, then retirement as we have come to know it is at significant risk. Which will it be? I have no idea, but it makes sense to plan for the worst even while hoping for the best.

[continued] …an annuity – after all, we are seeing global interest rates at their lowest level in decades. So, some people say they are just going to wait until rates go up before making any decision.  But what if rates don’t go up? We look at what is happening in Europe and to bonds in many other countries wondering if that could possibly happen to the United States? For those of you who wonder what we mean, just consider Europe for a moment – nine of the major economic countries in Europe are issuing  governments bonds at negative yields on maturities. To state it in the simplest way, bond investors are paying a fee to European governments for the right to lend them money.

So what does that mean for annuities? Insurance companies take a much longer perspective than we typically do as individuals. They have to make decisions based on the financial times that we live in while remaining profitable for the long term – they are charged with protecting their obligations to their clients. When they enter into a new contract, they have to be certain they can fulfill their financial commitment with their investment options at that time. Most of us have assumed that interest rates will improve and this war on retirement savers will end; but what if we enter into a time of deflation as it appears they are fighting in Europe? If that were to happen, annuity income and **guarantees would be forced to decline substantially further for new clients.

What Negative Bond Yields Mean for Investors

What on Earth has happened to bond yields in Europe?

As much as €1.5 trillion ($1.7 trillion) of euro area debt maturing in more than a year now pays a negative yield, according to J.P. Morgan. That compares to none whatsoever a year ago.

German government bonds offer negative yields on maturities up to six years, according to Tradeweb, along with those in Denmark. For five years, the Netherlands, Austria, Sweden and Finland are in the club. For four years, add France and Belgium. In Switzerland, bonds out to a whopping 13 years in length have negative yields.

And there’s no sign of this trend letting up thanks to fears of deflation and further central banks easing policies.

Here’s what it means for financial markets:

What is negative-yielding debt? In a nutshell, bonds that investors have to pay to own before adjusting for inflation. That might seem like a dud investment, but whether an investor actually loses money by holding the bond depends on what exactly happens to inflation. If it is lower than the yield on the bond, then investors can still make money in real terms. An investor can also make money by re-selling the bond at an even higher price than where they bought it.

How did we get here? A combination of falling inflation and aggressive central bank action. Investors buy bonds in the expectation that they will make a positive return after inflation. If they expect consumer prices to fall, as they did in December in the eurozone, some investors will be willing to buy bonds with negative yields. Central banks have reacted to deflation fears by aggressively easing monetary policy, such as cutting deposit rates into negative territory. This has helped the stockpile of negative-yielding bonds to balloon worldwide to $3.6 trillion – or 16% of global government bond markets.

So how have negative deposit rates contributed? Central banks in the euro area, Denmark and Switzerland all now charge money to hold bank deposits, which has ripple effects throughout the market.

J.P. Morgan calculates there is currently €220 billion of bank reserves subject to negative interest rates, which looks set to grow exponentially because of the ECB’s forthcoming colossal bond-buying program. Plowing the money into negative-yielding government bonds can appeal to banks when the alternative is to pay even more to store cash on deposit.

Why does this matter? Because “[it] changes fundamentally” the equation for buying bonds, according to Iain Lindsay, fixed income portfolio manager at Goldman Sachs Asset Management, which handles over $1 trillion in assets. The notion that yields are floored at 0% has been “broken once and for all”, he said. For stocks, the best time to sell and go away starts today

CHAPEL HILL, N.C. (MarketWatch) — Should you sell in April and go away?

It’s an odd question, I admit. Widespread talk of selling usually doesn’t begin until late April, when investors each year are reminded of the famous seasonal pattern “sell in May and go away.”

But it’s precisely because it is so well-known that some followers of this seasonal tendency wonder if they should act sooner rather than later. Waiting until May Day runs the risk of selling at the same time that a large number of other investors are doing the same.

Fortunately, we have real-world data on two attempts to get a jump start on the “sell in May and go away” pattern. The first is the “Almanac Investor Newsletter,” edited by Jeffrey Hirsch, and the other is Sy Harding’s “Street Smart Report.”

Both pursue surprisingly similar modifications to this basic seasonal pattern. Each relies on a technical indicator known as MACD to pinpoint the precise day on which they enter and exit the market. (MACD is a short-term momentum indicator, standing for moving average convergence divergence.)

The Hulbert Financial Digest has track records for both market timers’ modifications of this seasonal pattern dating to mid-2002, nearly 13 years ago. The HFD calculates their returns on the assumption that, when they are invested in stocks, they earn the return of the Wilshire 5000 Index; otherwise they are assumed to be invested in 90-day Treasury bills.

As you can see from the accompanying table, a buy-and-hold strategy since mid-2002 has produced a 7.7% annualized return. Automatically going to cash every May Day and re-entering the market on Halloween would have done slightly better with a lot less risk — which is why it comes out well ahead of buying and holding on a risk-adjusted basis (as indicated by a higher Sharpe Ratio). So now let’s consider some of the negatives on a PRE-ISSUED ANNUITY ™ :

  •     Limited liquidity selling your payment stream prior to maturity could result in a considerable loss.
  •     The court order process should be monitored by an expert attorney that is retained by you.
  •     The best PRE-ISSUED ANNUITIES ™ never make it to the internet or retail lists.
  •     The industry is controlled by a few power players catering to institutional investors.
  •     Contracts require a 10% to 20% escrow to secure your future ownership during the court order process tying up some of your money at low or no interest for up to 90 days.
  •     Approximately thirty percent of initiated contracts get rejected by the court and you get your escrow back to start over.
  •     The industry is full of highly motivated commission oriented sales people that will promise the world and then fall short on delivery they would prefer for you to not have your own expert attorney.

Eric: We talked about IRAs, and this always my biggest concern with IRA’s because you have RMDs that you’re going to have to eventually get to. Liquidity is of one that concerns because you’re buying that stream, or that lump sum, it’s already predicated. It’s already set out.

Dick: You need to balance that, in terms of your overall IRA, that you’ve got money to draw your RMDs from, or that your income stream will be adequate from the pre-issued annuity to cover your RMD. That is a consideration that you have to look at.

Eric: Liquidity in and of itself.

Dick: Let’s just talk about liquidity. That is probably, in all fairness, folks, that is the biggest negative of a pre-issued annuity. Once you buy it you have to know that you’re in a good position to hold it to maturity. If you’re in a good position, it can be a great strategy, a great financial vehicle, but if you’re not and you buy one, then you’re going to be forced to sell it on the secondary market, go through the court order process so your payments streams. That will be at a considerable loss typically.

Eric: There’s a reason that there’s so many players in this market. They’re able to sell low buy high, or . . .

Dick: Buy low, sell high.

Eric: Unfortunately in this case, the people selling are selling at a low point. We really encourage you to know exactly that you can handle that payment stream as it’s been setup, or that lump sum, those criteria fit your situation.

Dick: Another aspect of this, that folks get a little bit frustrated. You talk to a lot of people out there that are basically a commission sales person, they’re claiming to be an expert, they may have done several of these transactions, but they really don’t have what’s called a fiduciary responsibility to the client. If they are incompetent, if they’ve not done well, they’re on to their next client after they’ve placed you with something that may not have been handled properly. This is where we highly recommend that you work with someone, first of all, that is very experienced, but in addition to that, that would be an attorney, because there is a court order process that these go through and you really want to make certain that it’s properly identified, named, that all the parties involved are properly represented, and your closing documents and everything have been reviewed by an attorney; and that that attorney actually has a certain fiduciary obligation to look out for your best interest. If they don’t, they’re in danger of losing their practice.

Eric: We actually would say, we’d encourage you to actually have a retainer with an attorney signed in order to ensure that client/attorney privilege that they’re obligated to basically act in your best interest. That’s that fiduciary responsibility.

Dick: Let’s be fair, that’s going to cut down on the yield a little bit, but when we’re talking about a substantial yield, way better than what’s available in the market and you have to put out $500 out of your pocket to ensure that’s done correctly, that’s a very small part of that yield. It might be 10 basis points over 10 years or 1/10th%. I’m just throwing out some approximations here. It could be way less than that, it could be slightly more.

Eric: Exactly. Next thing is you’re not just going to run down to the corner drugstore and pick one of these up off the shelf.

Dick: No. There’s really some major players in this, and there’s not that many of the major players, 4 or 5 of them. Of those players some of them sell pretty much exclusively to institutional investors, so that leaves less to pick from. There are some smaller entities that are in this distribution vein, but what you really want, and we always are telling our clients this or the website visitors, is you want someone that’s really connected to the sources. They can have multiple avenues to look at the better pre-issued annuities that come along with better yields and better payment terms in this type of thing that most people that are out on the internet buying from a commissioned salesperson, they’re not going to actually know about these.

Eric: The earlier you are in the process, the better return you’re going to get. Insider’s advantage.

Dick: It really is. There’s nothing illegal or wrong about it. It’s not like insider trading or something, this is just knowing how to get to the item first that’s paying the highest yield. There’s another aspect, Eric, that we need to be aware of. I’m going to look back here at my notes so I can make sure that I don’t just keep rambling on and on here, make sure that we hit all of these points.

Eric: We talked about the escrow.

Dick: Right. That was . . . go ahead.

Eric: Where you were going to go?

Dick: Where I was going on it, yes.

Eric: It’s basically when you start to work with somebody, and especially on the insider aspect where you indicate this is what you’re looking for; typically, you’re going to put an escrow out there in order to initiate the process.

Dick: Right. That is the aspect that we want to be aware of, and that is that about 30% of these that enter the court order process will not go through. They’ll be declared invalid by the court system. About 70% of them are going to go through. Just what you were talking about, you have to escrow, get ahead of the curb to get the better ones, you have to actually be willing to say, “That’s a payment stream I would like to have.” Like you said escrow 10%to 20%, to hold that particular contract, that particular pre-issued annuity while it goes through the court order process, and it takes about 90 days. The worst case scenario is you’ll get your escrow back.

Eric: You’ve lost time, that’s all you’ve lost in a sense. Again, the court is protecting your process so that’s a safety side. The negative side is there are procedures and pieces that have to go through in order for this to come to fruition.

How many people are competing in this world? There’s a whole bunch of motivated commissioned people that are in there, but it’s a very small insiders group.

Dick: Yes. When we start getting into attorney’s that work in this area, that are very proficient in this area, that have some real experience, a lot of those attorney’s are actually working for the companies that are buying the settlements, selling the settlements, and this type of thing. There are some available, you can find them typically on the internet. If you’re somehow connected to the industry, you may know some, and that’s something that we can do for our site visitors, is recommend an attorney that we can refer, that would assist them.

Eric: That’s the key, I think. Our strength in this area is working with insiders. We work with somebody that’s key in the industry, that has an insider advantage, and that’s what’s benefited our clients.

Dick: It really makes the difference. I think, folks, that when you look at this whole strategy and this direction for a higher yield, I think you just need to do a little bit more homework, a little more research, become comfortable with how it works. Once you understand it, it can be a very effective, very high-yield safe type of financial strategy.

Eric: It’s an excellent tool for your toolbox. Especially in this extremely low rate environment, it gives you another option.

Dick: For that portion of your money that you want to see grow with a good yield and you can structure the payment stream to fit your needs, it’s hard to beat.

Hybrid annuities, also referred to as hybrid income annuities, are essentially a type of annuity contract that allows the account owner to tie the growth of his or her assets into market benchmark (i.e. Dow Jones IA, S&P 500, NASDAQ 100), with an income rider or riders.

On the most basic level, a hybrid annuity is a fixed index annuity with an income rider attached to it.

Hybrid annuities can help to resolve the concerns of retirement income by offering **guaranteed annuity rates for growth on annuity income accounts. They also such as long-term care funding––while still providing one with a regular income. These annuities have the potential to solve several types of needs in retirement.

A hybrid annuity essentially works the same way that a regular annuity does, in that making an allocation begins by choosing the hybrid annuity that meets key retirement objectives and then funding the hybrid annuity contract with a licensed agent is the final step.

Dick: And folks as you can see at this point, we’re going to go into one more type of annuity here, which is really no annuity at all. It’s a combination of all the above, but as you can see, every annuity has so many different aspects and there are good aspects to each annuity that you really want to think this through.

You want to put some real thought into it. You want to work with an expert that can help you think through all of the variables, and the possibilities and really zero in on, what really is going to work best for you, what’s going to be most suitable. And maybe, as Eric said earlier, it’s no annuity at all.

However, annuities do answer some important questions to secure retirement, securing retirement income and one of the things that we want to talk about here, to just kind of wind it up is something that you’ll find terms over the internet and different ones that are talking about it, and that is a hybrid annuity, and what is different about a hybrid annuity? Eric, I’ve been talking here again. I’m getting you starting on everything. Go ahead let’s start off on a hybrid.

Eric: The hybrid annuity and again, we’re building here so you’ve got your fixed index chassis. Now when you start adding income riders onto a fixed annuity. . .

Dick: Right. And I think that’s, I just want to kind of zero in on that point you made, and that is that it is a fixed annuity. So first of all, we’ve got safety. It’s a fixed annuity then it’s indexed, so we add the indexing option.

Eric: That’s one of the options. You can also take that **guaranteed number. . .

Dick: Just a fixed…

Eric: … is just a fixed return. So those are all pieces, it’s that fixed annuity chassis, and then you’re going to add on top of it, usually the key component is the income rider. So we’re adding an income rider which gives us some of that immediate annuity flavor.

Dick: An income rider **guarantees.

Eric: Right, so what’s the one thing we love about an immediate annuity? It’s that income **guaranteed for life. Now wouldn’t we like to get that for life, without having to give up the lump sum?

Dick: Yes.

Eric: And that’s where the hybrid comes in. It’s that contractual income for life **guarantee, but without having to give up access to the whole.

Dick: Eric, and in our experience and I’m just going to throw the question to you. I could answer it, but in our experience how close can we come with the hybrid annuity, to matching the income of an immediate annuity, where we’re **guaranteeing it for life.

Eric: We come very close typically. There’s usually a couple percentage points difference. Where that fudge factor comes in per se is how long is it going to be in deferral? How long are you going to live?

Dick: What’s the age of the person?

Eric: Right, there are unknown variables that come into play, but the nice thing is we are able to **guarantee, typically a lifetime income higher than you would get, if you just left your money in liquid assets…

Dick: Oh, absolutely

Eric: … that you pulled out, because with a degree of certainty with an annuity you’re going to get that lifetime income. With the liquid assets you have to kind of take the ups and downs of the market and have that little bit more uncertainty. So this income rider…

Dick: You don’t have the contractual **guarantees that the annuity will give.

Eric: … will still give you access to the cash, the majority of your cash. I would say is probably the best way to think of it, with also using those life terms.

Dick: And that’s what I kind of say, is having your cake and eating it too, because with the hybrid style of annuity you can not only **guarantee income for life, but you can pass a lot of money on to the next generation to your heirs, if you haven’t used the money all for your income. And that depends on how long you live, and how much money that you actually take out of the annuity, where with an immediate annuity you’re going to leave very little, if any to the next generation. With the hybrid annuity you could leave the majority of it depending on life expectancy and that type of thing and you can still **guarantee your income for life. So if you happen to live a long life, now it is true if you use all of that money up, because you live a long time, then you really aren’t going to have—your income is going to continue as long as you live.

Eric: It’s an annuity, long time income.

Dick: But you won’t pass money on, because you’ve used it up.

Eric: If you spend all your money, if you drained all your savings accounts, in this case if you drained the annuity of the cash they will still pay you that income for life or whatever that contractual **guarantee amount was. Now you will not have anything to pass on to heirs, if you live long enough.

Dick: And you spend it, but they’re income will continue.

Eric: And that’s the best **guarantee you could have. You won’t out
