Do you remember what a gallon of milk cost 20 years ago? Just under $2.00 compared to over $3.50 today (with the exception of $.93 loss leader pricing at Walmart – Lol). The average new car cost was just over $15,000 while today the average cost is over $30,000, unfortunately, no loss leaders here!

My grandfather always reminds me that a hamburger only used to cost him ten cents when he was young and not the few dollars it costs today. While this is a familiar story to many people, the hidden lesson is the impact of inflation over a lifetime. While inflation typically only slightly increases the cost of goods and services from year to year, it represents a serious risk and challenge for retirement income planning, as its impact is magnified over an extended period of time. For example, if an item costs $1 today, after one year of 5% inflation it would cost $1.05. However, after ten years of 5% inflation that $1 item would cost nearly $1.63. The impact of inflation is often referred to as a decline in purchasing power, as one dollar does not buy as much in ten years as it does today. A retirement income plan that does not take into account inflation and the potential decline of purchasing power could meet the retirement needs of the client early in retirement but fail to meet his or her needs ten to fifteen years into retirement. However, there are a variety of strategies that can be leveraged in order to better insulate a retirement income plan against the negative impacts of inflation.

The average U.S. inflation rate from 1913 until 2013 was a mere 3.22%. However, international rates over this time were much higher. Furthermore, inflation rates in the U.S. have varied a lot over this period, with the highest 30 year average being 5.44% and the lowest 30 year average being 0.78%. While the cumulative impact of an average annual inflation between .78% and 5.44% over 30 years is huge, the U.S. has managed to avoid prolonged periods of hyper-inflation over the past 100 years, an issue that has plagued other countries such as Brazil, which experienced annual inflation in 1990 of 30,377% (and no, that is not a typo). Hyper-inflation can have a tremendous impact on retirees, rapidly evaporating their purchasing power and leaving them without sufficient retirement income to meet their required expenses. Everyone needs lifetime income whether that be from Social Security, pensions, or supplemented with some additional sources.

Research done by the Society of Actuaries has shown that we are living longer than ever. In fact, on average 2 years longer than we were just 10 years ago – which is great news, right? Purchasing an annuity allows retirees to pool the risk of living too long across all annuity purchasers so they don’t have to save and invest as if they were going to live to 100; and they also don’t have to pay for an annuity designed for someone who will live to 100. They can purchase an annuity that is designed for their pooled life expectancy.

Emotionally, most of us are attached to our savings and investment accounts. Not surprising since we have spent our whole lives building these accounts up and the thought of using any portion of those dollars to purchase an income stream seems distasteful, at best. However, studies indicate that most annuity owners soon lose their emotional attachment once their income payments begin.

Knowing the type of annuity that can best reduce the fear of running out of money in retirement for each person is specific to each individual, and situation, and sometimes the correct answer is no annuity – while for others, it can be a combinations of annuities. Americans Are Bad at Guessing How Long They’ll Live

One of the great economic challenges facing both policy makers and individuals is figuring out how to plan and pay for retirement. The challenge is that nobody knows, least of all people themselves, how long they’re going to live.

In 1992, researchers at the University of Michigan‘s Health and Retirement Study began asking people in their late 50s to estimate their odds of living to the age of 75, and have followed them since. New research, being presented today at the Brookings Institution, shows just how poor a job those initial respondents have done.

Among the people who thought they had no chance of living to age 75 (presumably, a group in very bad health in their late 50s), nearly half of them–49%–actually reached the age of 75.

Among people who gave themselves 50-50 odds, a full 75% actually lived to age 75. In fact, aside from people who gave themselves 90% or 100% odds of living to age 75, nearly everyone was too pessimistic about their chances. (Though people who give themselves 100% odds aren’t being terribly realistic.)

…$2,500. In addition, the account holder will still need to withdraw the $5,000 and pay taxes on the amount withdrawn. The particularly disturbing aspect of this penalty is the ramifications it holds for older adults who have become less cognative in their later years. The idea of a retiree being penalized for 50% for forgetting to take a distribution in a given year seems somewhat punitive considering the early withdrawal penalty is 10% prior to age 59 1/2.

RMDs are not only an issue for those over 70. If you have an inherited IRA (no matter your age), you are subject to RMDs as well and failure to take those RMDs will result in the same 50% penalty.

How Annuities Help Avoid Penalties

Many IRA/annuity owners will decide to turn on the income provision of their IRA annuity by the age of 70; and by doing so, this creates an automatic distribution that is often times sufficient enough to cover the distribution requirement for some or even all of any additional IRA accounts they may have. The IRS does not require that one takes withdrawals from each IRA account held. The IRS treats all of an individuals IRA holdings as an aggregate account balance and requires that withdrawals meet or exceed the amount needed to meet one’s RMD. This withdrawal can all come from one or multiple accounts.

Also, while it does not fully prevent the RMD requirement, the recent introduction of the longevity annuity can actually delay a portion of the RMD. A longevity annuity can be purchased using 25% of your IRA account balance or $125,000 whichever is less. The longevity annuity is designed to allow the account holder to delay receiving income from this account up to age 85; however, once the annuity payments begin, the distributions will be subject to taxation.

Missed Your IRA’s RMD Deadline? Here’s What to Do

I’m guessing that your Individual Retirement Account (IRA) has not been a top priority recently. At this time of year, most of us get so wrapped up in, well, wrapping, as well as buying, decorating, cooking, preparing, cleaning and hosting, that we barely have time to think at all!

But if you rang in the new year without paying any attention to your IRA, you may have missed an important deadline. With expensive consequences.

By law once you reach ago 70½, you are required to begin taking a minimum amount out of your traditional IRA every year. In most cases, the deadline for taking your annual Required Minimum Distribution, or RMD, is Dec.31.

The exception to this deadline, is if this year you are making your very first RMD. To be exact- and in this case it really matters- the deadline for this first withdrawal is April 1 of the year after you reach 70½.

For instance, let’s say you turned 70 in May of 2013, that means you are 70½ in November 2013. Thus, you have until April 1, 2014 to take your 2013 RMD. (1)

After your first withdrawal, each subsequent one must be completed no later than Dec. 31 of that year. If you qualify to delay taking your initial RMD until April, you will have to take two withdrawals next year- the one for 2013 and the one for 2014.

You Inherited the IRA

Now let’s say you never contributed a dime to the IRA. Instead, it belonged to your mom who left it to you when she died. Technically, it isn’t even yours. In fact, your mom is still listed as the owner and  you are named the “beneficiary.”

Nonetheless, the same rule about taking a Required Minimum Distribution by Dec. 31 each year still applies. No matter how old you are (3? 23? 53? 83?), the beneficiary of an inherited IRA must begin withdrawing a certain amount no later than December 31st of the year after the IRA owner died.

So, if mom died in 2012, your first RMD must be taken by Dec. 31, 2013.

Serious Consequences & How to Avoid Them

Whether the IRA is your own or inherited, failure to withdraw an RMD by the deadline results in one of the most onerous penalties in the tax code: 50%. That’s right. If you were supposed to take out a minimum of $4,000 and- oops!- did not do so, you have the privilege of writing the IRS a check for $2,000. Plus, of course, the income tax you owe because you withdrew money from a pre-tax account.

If you made this common mistake, don’t think the IRS will never notice. It might take a while, but the agency will eventually catch up with you. That’s because IRA custodians have to report which accounts are in RMD mode.

The IRS has a lot of flexibility to waive the penalty on a missed or late RMD. For instance, you could qualify for getting the penalty waived if you were affected by a natural disaster and records were lost, or you were in the hospital. Perhaps you had a death in the family. Or, you might have received incorrect advice from a financial advisor or IRA custodian. Waivers have even been granted to individuals who were unable to take their RMD because they were in jail!

The point is, you have a much better chance of escaping the 50% penalty if you contact the IRS before they contact you.

There are some simple- but specific- steps you have to take.

Correct Your Mistake ASAP

If you missed the RMD deadline, the first thing you need to do is withdraw the required amount as quickly as possible.

The minimum you have to take out of the IRA depends on several factors, such as whether it is your account or you inherited it, your marital status, etc… In most cases, the custodian of the IRA will help you calculate the amount. If you want to figure the amount yourself, head to the IRS website , and look for the “Forms and Publications” tab. Click on this and then enter “590” in the search box.

Publication 590 covers the basic IRA rules. Scroll down to the “Life Expectancy” tables in Appendix C (starting on p.93). Find the table that applies to you. For instance, if you inherited the IRA, you will use the “Single Life Expectancy” table. Locate your age as of the year you were supposed to take the RMD. Next to this, you’ll find your “Life Expectancy.”

For instance, say you were 53 years old in 2013 and neglected to take your minimum withdrawal from the IRA your mom left you. As you can see on the chart, your life expectancy is 31.4 years.

Next, you need to know what the inherited IRA was worth at the end of the previous year, i.e. December 31, 2012. If you don’t have a copy of the year-end statement, the IRA custodian can tell you. The minimum you should have withdrawn in 2013 is calculated as follows:

In the above example, if Mom’s IRA was worth $50,000 at the end of 2012, your 2013 RMD was: $50,000/31.4 = $1,592.36 (Note that the penalty for missing RMD deadline in this example exceeds $780!) [Read More at Fox]

We recently heard Tom Hegna tell a similar story that he shares with people when trying to describe the value of lifetime income in retirement.

Can you imagine driving a car through the middle of a remote forest, enjoying the scenery with your family, admiring the changing foliage and wildlife around the road, and enjoying the peace and serenity. Many hours into your trip you realize that you are hundreds of miles away from civilization and your gas tank will surely be empty before you get to your destination. You start to get stressed and the family starts arguing about what speed you should drive to be more efficient. No one is able to enjoy the peace and serenity around anymore because they are all fixated on the gas gauge and the dropping needle. This is synonymous to retirement for most retirees when they become fixated on watching a decreasing asset base- knowing that if they live too long, will eventually run out of money. Conversely, owning an annuity is like having a never ending supply of gas that can guide you smoothly down the road, eliminating the fear of your car suddenly stalling.

Are we suggesting that all your money should be in annuities? No. Use annuities first to take care of your core income needs including some luxuries that make retirement more enjoyable and then you can allocate the remainder of your assets for further safety or in securities that could lose money but will instead (hopefully) provide you with some “bonuses” that you can use to splurge on additional luxuries or allow you to leave a larger legacy.

Prolonged economic uncertainty and high unemployment have been wreaking havoc on the American retirement dream. Over the last five years, most Americans have suffered losses to their retirement savings and home values, while the rising cost of essentials, such as food, gas and health care, is squeezing many household budgets. This Towers Watson’s analysis examines retirement satisfaction over the last decade, including the cushioning effects of annuities.1

The financial crisis and recession that followed put new emphasis on the value of financial security and the risks of market dependence. While adverse economic conditions have affected all workers, older workers and retirees face additional risks, such as outliving their savings (longevity risk) and having less time to wait for markets to rebound. Annuities protect retirees from longevity risk and establish a floor of income — beyond the modest annuity paid by Social Security — safe from investment losses.

While for some retirees, a substantial portion of retirement wealth is annuitized through defined benefit pension plans, the increasing scarcity of these plans leaves more workers staring down retirement with a 401(k)-style lump sum. Many retirees and older workers are wondering whether to buy an annuity and how much of their savings to annuitize. With 76 million baby boomers making or about to make annuity decisions, the stakes are high for everyone — retirees, policymakers, employers, even taxpayers.

Many Americans consider annuities as illiquid and expensive and thus have avoided them in the past, even as research has shown that the security provided by annuities boosts retirement satisfaction. A 2003 study found that retirees with a higher percentage of annuitized income were happier on a cross-sectional basis and maintained higher levels of satisfaction over time than their less annuitized counterparts.2 A 2005 study found that retirees receiving annuities from defined benefit pensions were happier than those without pensions and those with only a defined contribution plan.3

GAO Report Tells Americans: Buy More Annuities!

The U.S. Government Accountability Office (GAO), a non-partisan federal agency focused on reducing wasteful government spending, has released a report entitled Ensuring Income throughout Retirement Requires Difficult Choices. The two most important choices involve:

  • Delaying the age when you elect to start receiving Social Security payments; and
  • Converting your cash-balance defined benefit pension into a lifetime income annuity rather than take a lump-sum payment upon retirement.
Social Security is Not Enough for Retirement

For those of you that think Social Security will meet your retirement needs, wake up! Given the massive debt overhanging the U.S. economy, the current generous benefits being paid out to retirees is not sustainable. As the GAO report states:

The cost of Social Security benefits is projected to exceed sources of funding, and the program is projected to be unable to pay a portion of scheduled benefits by 2036. In 2010, for the first time since 1983, the Social Security trust funds began paying out more in benefits than they received through payroll tax revenue.

Due to the long-term fiscal challenges facing Social Security, options for reform may result in lower benefits and reduced replacement rates from Social Security. As a result, reforms to the Social Security system may increase the need for retirement income from other sources such as private pensions.

Even under the current generous benefit schedule, social security cannot be relied on to fully replace a person’s pre-retirement salary. According to the GAO report, for low-wage earners (i.e., 45% of national average) social security replaces only 55.2% of pre-retirement income and for high-wage earners (i.e., 160% of national average) the replacement rate is only 33.9%.

Eric: Today we’re going to talk about what percentage of your portfolio should be allocated to annuities, and the magic number is, get right to the point.

Dick: Exactly 50%.

Eric: There you go, thank you very much for.

Dick: Video over. Wouldn’t that be nice?

Eric: Unfortunately, it doesn’t work that way. Everybody wants the magic answer of what exactly needs to go into an annuity?

Dick: Well, even the GAO which we’re going to talk about here, the Government Office of Accountability did a report last year in June that pretty much hit in July, and actually it’s even on the cover of our book that the GAO is recommending that everyone has more annuities and less securities, so that was the overall assumption that they were making.

Eric: I think it’s looking at the dependence people have on other; when you’re getting to retirement what percentage can you count on Social Security to cover, of your retirement income? The funny thing is you look at low income people in the article we utilized, it’s 55% of low income people, they’re income need is met by Social Security.

Medium wage earners is about a third of their expected income is met by the Social Security income, so how are you then going to supplement; what sources are you going to use to supplement your income and retirement after Social Security? Social Security is not going to do it.

Dick: Right. It won’t cover everything that folks need, so if we take—it’s hard to stereotype, because everybody’s situation is obviously different, but if we take what the GAO report is saying in a summary sense, and say that those folks that are somewhere in that median asset range, where they’re relying more on their Social Security that they would have a tendency to need to put a lot more of their portfolio into a safety and security, that will **guarantee their income throughout their life.

Eric: Right and we talk about this a lot with our clients in talking about the foundational portion of your income, so you take your building blocks. You know you’ve got Social Security, as much as we can count on it to be there. We always like to think of what the COLAs and the things, the increases are going to be.

Dick: Cost of living adjustments.

Eric: Yes, but are we certain that those are going to continue with the way that things are right now? You never know, so if you’ve got Social Security as the base, what do you need to add on top of that each month, to meet your monthly income need? That’s your foundation, a minimum amount, not your trips, not your fancy expenditures, but what’s your basic necessity expenditure need to be? Do we build that with– we always say build it with conservative CDs, annuities.

Dick: If you’re going to do investments, you may have it in bonds.

Eric: Look at the most conservative options out there and utilize those to build that income stream.

Dick: Right and this is where annuities do come in and they work so well, because the one thing that the CDs and the bonds and different things don’t address is longevity and that is outliving our money or another way to say it is, Eric just not dying on time.

Eric: That’s right. When we look at people that utilize CDs, they typically just pull the interest, but if you’re having to utilize the principal to meet those basic necessities that’s really where an annuity comes into play, because it gives you that added layer of insurance that you’re not going to outlive your income.

Dick: Exactly, and so it comes down to the percentage to allocate to an annuity some of this we find, when we’re working with our clients, gets down to that person’s risk aversion. Are they the type of person that’s basically grown their portfolio in a very safe and secure way, and they value annuities for what they do, in terms of safety, security, and controlled growth or are they the type of person that’s been very aggressive with their portfolio, so they’re very comfortable with not having much in safety and security. They may have a very large portfolio, and feel that they’ve got the room to have a very small foundation of safety aspect of corporeal.

Eric: If you’ve got such a large asset base that even if you shock tested it and said, “If we lost half of it and it still is enough to meet your basic income needs.”

Dick: Right, carry us through, throughout our lifetime, right.

Eric: Now for some people when they say, “What’s the percentage?” My answer’s always “The smallest amount that we need to meet that basic need.”

Dick: Exactly, and what we like to do and a lot of the advisers that we’ve worked with, like to do for clients is to look at that objective and figure out what that income need is, and then find the least amount of money that we have to spend to get the proper annuity that meets that need, and that could be Eric, an immediate annuity. It could be a hybrid style annuity.

Eric: Then it’s what options do you want? Immediate may give you a bigger payout, but you’re giving up your asset. A hybrid style may be a little bit less income, but you have a lot more flexibility, as well as some other options with long-term care potentially, or other rider pieces that come into play.

Dick: One thing, folks, that you really always want to keep in mind on anything that you allocate to annuities, especially if you’re allocating for some reason a lion’s share of your portfolio, you always want to keep something available that’s liquid. It should be fairly sizable, because we don’t know what type of emergencies might arise.

Eric: We always talk about inflation, and how are you going to gauge for inflation, and you’re better off to have assets out there that continue to grow, that can continue to work against inflation, especially if you’re set on a level, if you take an immediate income or an immediate annuity and it’s level, how are you going combat increases in expenses?

Dick: That’s one thing, folks where the hybrid style or the fixed index annuity with the income rider works so well. If you can maybe have a portion of your income that, if you need income right away, that you can go ahead and maybe set that up in an immediate annuity or one of your investments or some other area of asset in your portfolio that you can pull money from, while you allow that hybrid annuity to defer over five or ten years. It’s a great inflation hedge to get that income boosted up pretty dramatically.

Eric: I like to call it laddering annuities or laddering and if you haven’t seen that video you can actually look for that afterwards, because there should be one out there. There are strategies to basically, help you as the GAO says here.

Dick: We will put this on the blog site, so that you can see the full report and the article that we’re reading from that addresses Social Security, and again how to maybe, use strategies with annuities for Social Security. Eric, if I ask you the question this week what’s the proper allocation to put in an annuity?

Eric: My answer is the smallest amount that meets your foundational needs.

Dick: I like that. Eric did not say, “Well, it depends.” That’s my famous line, “Well, it depends.” I think you’re right Eric, and I think that it also depends on… Here we go. It also depends on the individual preference for safety and security. We have to always take that into account.

Eric: Yes, it should be suitable for your investment style. Very good; thank you very much for tuning in today.

The rub, of course, is that while the stream is shallow near the shore, it’s 12 feet deep in the middle.

The idea of using your average life span for estimating how long your savings will have to last in retirement is similarly all wet — and could leave you in the unpleasant position of having no savings but a whole lotta living to go.
